The market for Sukuk has grown tremendously in recent years at about 45 percent a year. Sukuk provide sovereign governments and corporations with access to the huge and growing Islamic liquidity pool, in addition to the conventional investor base. The paper analyzes whether secondary market behavior of Eurobonds and Sukuk issued by the same issuer are significantly different to provide gains from diversification. The analysis, employing the delta-normal as well as Monte-Carlo simulation methods, implies such gains are present and in certain cases very significant.

However, the debate among scholars in distinguishing Sukuk from its conventional counterpart is still ongoing. This paper aims at assessing the potential difference between Sukuk and conventional bonds by capturing any additional diversification benefit that can be gained by adding Sukuk in to conventional fixed income portfolio. Further, the paper evaluates the risk of Sukuk by measuring its VaR value and compares it with the VaR value of a conventional bond issued by the same issuer in two separate portfolios. The project employs the Delta-Normal Value-at-Risk approach to achieve this goal. The findings of this project imply that Sukuk and conventional bonds prices have different behavior in the secondary market. The results have also confirmed the presence of diversification gains when adding Sukuk to conventional bond portfolio in line to previous literature. Interestingly enough, it is observed that pure Sukuk portfolio is significantly riskier than a pure bond portfolio. This may be due to factors which stems from the characteristics of Islamic finance that underlines Sukuk structuring and engineering.

Book excerpt: The purpose of this study is to compare the trend and volatility behaviour in Sukuk and conventional bonds of the Pakistan market. This study takes data from Wapda Sukuk and Pakistan 5 Investment Bonds (PIB) both of ten (10) years of maturity were incorporated as a sample. Daily price data were collected from Bloomberg software and the Security Exchange of Pakistan (SECP) websites. This study employed the ARCH and GARCH models to analyze the risk behaviour of the Sukuk and PIBs in Pakistan. The findings of the study showed that Sukuks are less volatile and stable instruments as compared to investment bonds in Pakistan. These findings conclude that the Sukuk market provides optimal investment diversification opportunities for fixed-income investors. This research will be beneficial to the local and global investors to choose between bonds and Sukuk on basis of risk volatility and returns. This study is unique in that it compares the volatility of two securities that are operationally distinct.

Our analysis suggests that IBs have been affected differently than CBs. Factors related to IBs‘ business model helped limit the adverse impact on profitability in 2008, while weaknesses in risk management practices in some IBs led to a larger decline in profitability in 2009 compared to CBs. IBs‘ credit and asset growth performed better than did that of CBs in 2008-09, contributing to financial and economic stability. External rating agencies‘ re-assessment of IBs‘ risk was generally more favorable.
