Book excerpt: Abstract: May 1999 - Argentina and Brazil-two of the most decentralized public sectors in Latin America and (along with Colombia and India) among the most decentralized democracies in the developing world-faced similar problems in the 1980s: excessive public deficits and high inflation exacerbated by subnational deficits. In the 1990s, Argentina was more successful at macroeconomic stabilization, partly because it imposed harder budget constraints on the public sector nationally and partly because it had stronger party control of both national legislators and subnational governments. In shifting to decentralized public finances, a country's central government faces certain fiscal management problems. First, during and soon after the transition, unless it reduces spending or increases its own tax resources, the central government tends to have higher deficits as it shifts fiscal resources to subnational governments through transfers, revenue sharing, or delegation of tax bases. Reducing spending is hard not only because cuts are always hard but because subnational governments might not take on expected tasks, leaving the central government with a legal or political obligation to continue spending for certain services. Second, after decentralization, the local or state government faces popular pressure to spend more and tax less, creating the tendency to run deficits. This tendency can be a problem if subnational governments and their creditors expect or rely on bailouts by the central government. Econometric evidence from 32 large industrial and developing countries indicates that higher subnational spending and deficits lead to greater national deficits. Dillinger and Webb investigate how, and how successfully, Argentina and Brazil dealt with these problems in the 1990s. In both countries, subnational governments account for about half of public spending and are vigorous democracies in most (especially the largest) jurisdictions. The return to democracy in the 1980s revived and strengthened long-standing federal practices while weakening macroeconomic performance, resulting in unsustainable fiscal deficits, high inflation, sometimes hyperinflation, and low or negative growth. Occasional stabilization plans failed within a few years. Then Argentina (in 1991) and Brazil (in 1994) introduced successful stabilization plans. National issues were important in preventing and then bringing about macroeconomic stabilization, but so were intergovernmental fiscal relations and the fiscal management of subnational governments. State deficits and federal transfers were often out of control in the 1980s, contributing to national macroeconomic problems. Stabilization programs in the 1990s needed to establish control, and self-control, over subnational spending and borrowing. This study recommends policy options to speed the already impressive progress. These options would expand the ambitious reform program already under way. This study shows how to sustain balanced public finances over the medium term. It describes ways to sustain price stability and economic growth while providing a cushion against unexpected downturns. Also examined are ways to improve social services while reducing the size of government. Researchers discuss key reforms that could boost the fiscal surplus by as much as 1.4 percent of gross domestic product. They look at ways to build tax revenues, reduce provincial finances, and make social security more equitable. They review methods to cut defense spending and revive a moribund education system. Additional policy options offered are reforms for housing and welfare programs and pension fund investments. The study suggests ways to improve the legal framework for a stronger central bank. Also reviewed are ways to eliminate unnecessary administrative agencies and to privatize public enterprises. The government's new health insurance program is examined. This program offers universal coverage. It lets contributors choose providers and includes subsidies for those who can't pay. It also requires a minimum package of health care at a set price.

The issue is of particular interest because the rapidly rising provincial debt has played a crucial role in the recent financial crisis in Argentina and the experience holds important lessons for many other countries with federal systems and those in the process of fiscal decentralization. To map the forces behind the evolution of the public expenditure and debt, we develop a panel data methodology that separates the steady state effect of each factor from its influence on the adjustment rate of fiscal variables. The estimation results show that part of the rapid rise in the provincial debt may be due to inevitable economic factors. However, politics and institutional weaknesses have also played important roles by allowing provinces to raise the aggregate risks for the country by excessive borrowing and spending. Interestingly, we also find that higher borrowing and slow fiscal adjustment is not a sign of weak institutions. In fact, because of concerns of the financial markets, provinces with weaker fiscal institutions seem to have faced tighter credit constraints, which have lowered their debt-GDP ratios and forced them to adjust faster in the face of fiscal shocks.

Since the implementation of the Convertibility Plan in early 1991, real GDP grew by more than 7 percent a year (or by a cumulative 35 percent over the years 1991–94), after stagnating for more than a decade. At the same time, consumer price inflation, which had peaked at 3,000 percent in 1989, declined to 4 percent (average) in 1994. Gross fixed investment recovered to nearly 20 percent of GDP by 1994, reflecting a real growth rate of 22 percent a year during the period.

It seeks to: (i) provide the provincial government with a reference tool for dialogue and action to strengthen their public financial management systems; (ii) assess the province's PFM systems and identify and address their main fiduciary issues, as well as their impact on the implementation of World Bank operations; and (iii) contribute in a broader sense to the dialogue between the Bank and Argentina's national and provincial authorities regarding fiduciary portfolio management and reliance on the country's systems. The assessment is not a fully fledged PFM performance report using all PEFA performance indicators. As agreed with the provincial government and the World Bank s Country Management Unit, the team selected and used 19 PFM performance indicators (PI 1, PI 4, PI 5-7, PI 9-12, PI 16-18, and PI 20-26) to review the status of PFM in the province. The report was prepared based on the findings of the missions that visited Argentina in the first semester of 2009 and refers to the 2006-2008 fiscal years. The report was completed in June 2012 and highlights the progress and improvement in some PFM areas since 2009 whenever provided by the Province (in footnotes wherever appropriate).
