Book excerpt: The Multilateral Debt Relief Initiative (MDRI) is the latest phase of debt reduction for poor countries from the World Bank, the IMF, and the African Development Bank. The MDRI, which will come close to full debt reduction for at least 19 (and perhaps as many as 40) qualifying countries, is being presented as a momentous leap forward in the battle against global poverty. However, the analysis in this paper suggests that the actual gains may be more modest and elusive. This is not because, as some anti-debt campaigners fear, that the initiative is a mere accounting trick. Rather, the limited short-term financial impact of the MDRI on affected countries is because the debt service obligations being relived were themselves relatively insignificant. For example, in 2004 the average African country in the program paid $19 million in debt service to the World Bank, but received 10 times that amount in new Bank credit and more than 50 times as much in total aid. Just as importantly, finances are rarely the binding constraint on poverty and other development outcomes. This is not to say that the MDRI is futile. Indeed the impact could be considerable over the long-term, especially on the ability of creditors to be more selective in the future. But most of the impact of the MDRI will be long-term and difficult to measure. As such, expectations of the effect on indebted countries and development indicators should be kept modest and time horizons long.

Now that the HIPC Initiative is nearly completed, this paper investigates whether the initiative managed to spur growth, either directly or indirectly through investment. In contrast to earlier studies, we conclude that there is some evidence of positive effects of the HIPC Initiative on growth. Such evidence suggests that the HIPC Initiative and MDRI have helped HIPC-eligible countries to reach higher growth, but it remains unclear whether this is through higher investment or another channel. Also, the analysis illustrates that it is hard to disentangle pure debt-relief effects from other concurrent factors.

Book excerpt: In June 2005, the major industrialized nations of the world, the G-8, agreed on a plan to relieve the debt of the worlds poorest and most indebted nations. Many of the nations which qualified for debt relief under this initiative were in Africa. The plan, supported by the World Bank, International Monetary fund and the African Development Bank came to be known as the Multilateral Debt Relief Initiative (MDRI). The primary objective of the program was to relieve up to 100 percent of the debt of those nations which met specific criteria for the program making it possible for impoverished nations, particularly those in Africa, to increase spending to help reduce poverty and address poverty related issues. Data suggests that debt relief to African nations, while plausible in theory, simply does not work. In 2004 for example, the average debt service among African nations participating in the debt relief program was $19 million. The average amount of new loans acquired by African nations participating in the program was over $25 million. Essentially, African nations are acquiring new loans faster than debt is being relieved. If poverty reduction is the primary goal of the debt relief program, why doesn't the international community focus their efforts on funding projects which address poverty and poverty related social and economic issues. In addition, data indicate the average annual debt service by African nations in the debt relief program accounts for 20 percent of the annual budget. When debt is relieved these same African nations generally increase spending on poverty and poverty related programs by a mere 1 percent. As such, this paper examines the impact of debt relief on African nations and the potential impact of alternative approaches to poverty reduction programs funded by the international community.

High outstanding debt keeps market interest rates high crowding out private investment. Risk of default reduces incentives to invest or creates adverse selection in the mix of investments. Government revenue must service debt at the expense of investment in infrastructure and education. `Debt overhang' exists when the level of debt is so high that it discourages additional investments to be undertaken. This paper estimates benefits to debt reduction by using the natural experiment provided by the debt relief programs: the Heavily Indebted Poor Countries (HIPC) Initiative launched by the IMF and World Bank in 1996 and the Multilateral Debt Relief Initiative (MDRI) extension in 2005. We apply a time-shifted difference-in-differences strategy to evaluate the effects of this intervention. We found that debt relief increased capital investment as much as 1.63% in the short run and 5.79% in the long run. However, there was no effect on foreign direct investment. Output and school enrollment increased both in the short and long run.
