In its short life of 60 years, its economy has matured through continuing crises and has become strong and well diversified. Almost all years of the country's existence it has enjoyed healthy economic growth. Apart from these achievements, the country and the economy are facing serious problems. The conflict with the Palestinians, which has been dragging on for decades, in the new millennium has intensified and became more and more violent. Besides the obvious humanitarian and political consequences, this conflict also has many economic implications - all but positive, both for Israel and the Palestinians. Both parties are paying a high economic price for the continuation of this conflict - with falling GDP's, loss of jobs, sanctions on one another and most importantly - the huge unfulfilled potential that lies in economic cooperation between the two. Israel is also facing an internal economic and social problem - the Ultra-orthodox Jews population group. Due to their unique lifestyle of abiding vigorously to religion, they almost do not participate in the Israeli labour market, rely heavily on government help and also do dot join the army like all other Israeli Jews. This group contributes to the poverty rate in an unproportional manner, being much poorer than other Israelis. Due to very high fertility rate, the Ultra-orthodox, who used to be just a small minority, are on the way to become almost a quarter of the population in two decades. This situation demands some urgent changes.

On that day, I gave instructions for the Bank of Israel to establish an interdepartmental team to begin analyzing the implications of the crisis for the Israeli economy. Since then, the pace of developments has been exponential. A great many things that none of us ever imagined have taken place, and the Bank of Israel found itself taking steps that, at the beginning of February, had seemed almost fanciful. Even though the Bank of Israel was very active both in its role as economic advisor to the government and in its supervisory roles, my address today will focus on the central bank's classic function-- monetary policy.

In 1957, Kahn predicted that the EEC customs union would harm Israel's trade and that the EEC would reject Israel's application for Associate Membership. He proposed a major reform of the COLA that would significantly reduce real wage protection and move Israel closer to the Swedish wage system. In 1962, he took a neutral position regarding the sustainability of Israel's international imbalances. He also criticized Israeli policymakers for overestimating the potential benefits of an Israel-EEC commercial agreement, and argued that the EEC would make reducing Israel's trade deficit more difficult, even if the UK did not join. Ultimately, Israeli policymakers ignored Kahn's advice: They continued to push for EEC Associate Membership and failed to adopt his proposal for COLA reform. In that sense, Kahn was unsuccessful as an advisor, but he was probably successful in the more limited sense of helping government officials attain greater clarity on economic issues.
