Most of it is vertical (the exchange of similar goods of different quality). Eastern European nations and the European Union (EU) is among the highest of all the EU's bilateral trade flows. Aturupane, Djankov, and Hoekman break down data on these trade flows into horizontal and vertical components and investigate the determinants of each. They find that vertical intra-industry trade (the exchange of similar goods of different quality) accounts for 80 to 90 percent of total intra-industry trade. It is positively associated with product differentiation, labor intensity of production, economies of scale, and foreign direct investment. Controlling for country effects, they find a statistically significant positive association between horizontal intra-industry trade (the exchange of close substitutes of similar quality) and foreign direct investment, product differentiation, and industry concentration. They find a significant negative relationship for economies of scale and labor intensity. These results do not hold if they do not control for country effects, suggesting that country-specific factors are key determinants of horizontal intra-industry trade. This paper-a product of the Development Research Group-is part of a larger effort in the group to analyze the role of trade and foreign investment in the process of transition in Eastern Europe.

In the South in particular, MERCOSUR has led to trade liberalization and deregulation, which has resulted in significant growth of its regional trade. In this article, we study the pattern of that trade growth in the automobile industry. Our results highlight an increase of intra-industry trade in the corresponding industry since the beginning of the 1990s. To obtain the calculation of the importance of intra-industry, we use the Grubel and Lloyd indicator (1975). Then to follow the method set out by Abd-el-Rahman (1991), Greenaway et al. (1995), Fontagné and Freudenberg (1997), we distinguish horizontally differentiated goods from vertically differentiated goods using a comparison of the unit values. Subsequently, with the increase of intra-industry trade, it appears that MERCOSUR has favoured in particular the development of trade in vertically differentiated goods. In NAFTA, intra-industry trade exists in most sectors and in two bilateral relations (United States Ő Canada and United States Ő Mexico). In MERCOSUR, the automobile industry has experienced the highest rate of growth in intraindustry trade, which accounts for 66% of total trade and 90% of all intra-regional trade. Consequently, we analyze the nature of that increase and more precisely, the determinants of intra-industry trade. In order to explain the pattern of trade for the automobile industry, we present an econometric model integrating principles of gravity, which takes into account some country-specific variables.

Book excerpt: The increased importance of fragmentation in world trade has created an interest among trade economists to explain the determinants of trade in intermediate goods. A substantial part of trade in intermediates between the US and OECD countries takes the form of intra-industry (IIT). I have divided total intra-industry trade into its horizontal and vertical components. Vertical IIT is defined as the exchange of intermediates which belong to the same industry but which are located at different stages on the production spectrum. Horizontal IIT is defined as the exchange of intermediate goods belonging to the same industry but differing in terms of characteristics or technological specifications, which are technologically unrelated. Hypotheses drawn from Ethier (1982) and Feenstra and Hanson (1997) are put forward to investigate the intra-industry trade in intermediates between the US and other selected OECD countries for the period of 1990-1996. To test these hypotheses, I have utilized three-way fixed effects and random effects models. The results confirm the hypothesis that the determinants of vertical and horizontal IIT in intermediates differ. Empirical results show that horizontal IIT is positively related to the size of markets and foreign direct investment, while it is negatively related to differences in human capital endowments and geographical proximity. On the other hand, vertical IIT is positively related to FDI, while it is negatively related to economies of scale.

The pattern of world trade has been changing consistently over the last half century, in which the importance of intra-industry trade has increased significantly. Such a trade pattern change has consequences on domestic real economic variables due to the associated capital and labor adjustments. My dissertation sets out to identify the US static and dynamic trade patterns and investigate the determinants of US intra-industry trade. In the analytic part of the dissertation, I introduce capital accumulation and an innovation process into a North-South quality-based product cycle model. The model demonstrates that product quality upgrading is an important channel for FDI to affect North-South intra-industry trade, which explains the observed concurrence of FDI, product quality upgrading and North-South IIT. In the empirical part of the dissertation, I first examine the pattern of the US intra-industry trade, with a separation of horizontal intra-industry trade and vertical intra-industry trade, and then investigate the determinants of the US IIT accordingly. Relevant panel data and limited dependent variable techniques are applied for estimation. The results uncover meaningful information on the static and dynamic patterns of US IIT and provide direct evidence for hypotheses proposed by IIT theory.
