We study this allocation problem in a precautionary saving and investment model under uncertainty. Consistent with data in the 2000s, precautionary saving is sizable and the marginal propensity to consume out of permanent shocks is below one, in stark contrast to the predictions of the perfect foresight model. The optimal investment rate is high if productivity in the tradable sector is high enough.

Book excerpt: The nations of Eastern Europe depend on Soviet oil because it is less expensive than that bought at world prices, it can be obtained without draining scarce hard-currency reserves, and it is reliably supplied. Since 1970, however, the Soviet Union has been urging its CMEA/Warsaw Pact allies to seek additional suppliers. The Central Intelligence Agency predicts that Soviet oil production will level off in the near future and then decline. Lower production and increased domestic consumption, the CIA suggests, will cause the Soviets to cut their oil exports to the West and hold at a constant level their oil exports to Eastern Europe. This paper postulates that as long as industrial growth in Eastern Europe continues, the demand for oil will increase. The non-Soviet CMEA nations cannot now afford to buy large amounts of oil from OPEC. For this reason, the Soviet Union will probably continue to increase its oil sales to the CMEA nations, rather than risk their economic deterioration, which might lead to political unrestand instability. Furthermore, the oil revenues have encouraged fantasy and wishful thinking which have skewed the development process and stimulated pseudo-development. The book makes clear that until the petro-bureaucracy adopts a realistic approach to development there can be no prospect of real development in the Arabian Peninsula.

Kiren Aziz Chaudhry shows how state and market institutions are created and transformed in Saudi Arabia and Yemen, two countries that typify labor and oil exporters in the developing worlds. In a world where the international economy dramatically affects domestic developments, the question of where institutions come from becomes at once more urgent and more complex. In both Saudi Arabia and Yemen, fundamental state and market institutions forged during a period of isolation at the end of World War I were destroyed and reshaped not once but three times in response to exogenous shocks. Comparing boom-bust cycles, Chaudhry exposes the alternating social and organizational origins of institutions, arguing that both broad changes in the international economy and specific forms of international integration shape institutional outcomes. Labor and oil exporters thus experience identical economic cycles but generate radically different state, market, and financial institutions in response to different resource flows.
