Book excerpt: Since Mexico opened its banking sector to foreign competition following the 1994 financial crisis, foreign financial institutions have acquired more than 80 percent of Mexican domestic banking assets. Supporters of foreign direct investment (FDI) argue that foreign banks have been an important source of capital as well as skills, technology, and management know-how. Critics accuse foreign banks of earning excess profits without significantly contributing to banking sector development. Based on an empirical analysis of foreign bank entry between 1997 and 2004, this paper shows that FDI had a positive, but limited impact on banking sector development. The key contribution of foreign banks was the recapitalization of the banking sector following the financial crisis. But there is only limited evidence that banking sector efficiency increased as result of a transfer of skills, technology, or management know-how. The main reason for the limited impact of FDI was the low level of competitive intensity in the Mexican banking sector.

The methodology allows for the variables that determine bank failure to differ from those that influence banks’ time to failure (or survival rate). Based on the indicators of fragility of individual banks, we construct an index of fragility for the banking system. The framework is applied to the Mexican financial crisis beginning in 1994. In the case of Mexico, bank-specific variables as well as contagion effects explain the likelihood of bank failure, while macroeconomic variables largely determine the timing of failure.

The authors offer a theoretical explanation of the record of Mexican experience, based upon their analysis of relationships between monetary policy, domestic stability, and external equilibrium, as well as upon their analysis of factors governing the growth of domestic indebtedness, the development of financial intermediation, and the operation of the loanable funds market. The final chapter of the book, a review of Mexican experience from 1960 to 1965, speculates with respect to the future course of Mexican financial development and offers specific proposal for future monetary and financial policies. Kessler also provides a comparison of financial collapse in two other emerging markets, South Korea and Russia, and examines the political roots of crisis in both countries. Using panel data methods linking credit growth and fundamentals, this paper estimates a long-term gap between actual and expected credit of about 40 percent of GDP. Possible explanations include the history of banking crises, the large informal sector and an inefficient legal system. Using a disequilibrium regression approach, this paper also finds that supply factors are particularly important as determinants of credit in Mexico. Recent financial reforms address many of the supply constraints, but their success will depend on implementation. The main challenge going forward will be to support financial deepening, while limiting risks to financial stability.
