Book excerpt: I integrate the literatures on global strategy and innovation management to explain how domestic firms and subsidiaries of foreign firms innovate. Building on the knowledge-based view, I argue that subsidiaries of foreign firms and domestic firms have access to different knowledge sources and manage their employees differently, resulting in them following different innovation paths. Specifically, I propose that subsidiaries of foreign firms may benefit from what I call the advantage of foreignness in innovation, in which their access to global knowledge sources and management of employees to have a multicultural mindset support their global innovation. I also argue that domestic firms may enjoy what I call the advantage of localness in innovation, in which their deep and contextualized local knowledge and management of employees to focus on the local market support their local innovation. As a result, domestic firms and subsidiaries of foreign firms may generate different types of innovations, which provide them with a relative competitive advantage when they face each other depending on whether the innovations are for end-user customers or for other firms, and whether the industry is global or local in nature. Although the strength of these relative advantages diminishes over time as subsidiaries and domestic companies imitate each other, the relative advantages remain because each type of firm faces a particular constraint in its ability to imitate the other type of firm.

Book excerpt: This paper studies the impact of foreign direct investment on domestic firms' innovation in China. It provides causal evidence by exploiting China's foreign direct investment deregulation in 2002 and employs a difference-in-difference estimation strategy. Using a matched firm-patent data set from 1998 to 2007, the results show that the quantity and quality of domestic firms' innovation benefit from foreign direct investment. Moreover, the paper emphasizes the importance of knowledge spillover from foreign direct investment in similar technology domains. The analysis examines the role of horizontal foreign direct investment and foreign direct investment in technologically close industries'industries that share similar technology domains. The findings show that foreign direct investment in technologically close industries generates much bigger positive spillovers than horizontal foreign direct investment. The paper also shows that knowledge spillover from foreign direct investment in similar technology domains is not driven by input-out linkages. Moreover, the spillover effect is stronger in cities with higher human capital stock and firms with higher absorptive capacity.

Book excerpt: This study systematically analyzes the impacts of supplier-client as well as technological linkages with foreign firms on domestic firm technological innovation based on a unique dataset that was collected through a survey with 600 plus firms in China's information communication technology industry. The results revealed that Chinese firms were engaged in extensive supplier-client relationships with foreign firms, although their technological collaborations with foreign firms were very limited. It was found that firm innovation benefited significantly from their technological relationships with foreign firms. However, the results also found that export/import did contribute to domestic firm innovation, although supplier-client relationships with foreign invested enterprises (FIEs) in China did not show positive effects on domestic firm innovation. The analyses further showed that such market transactions between domestic and foreign firms helped building technological linkages between domestic firms and foreign firms. Such results clearly demonstrated the value of networking in enhancing firm innovation in developing countries.

Book excerpt: Exploiting a change in policy governing the entry of foreign direct investment (FDI) in 2002, we apply the difference-in-differences model to estimate the effects of FDI on the product scope of domestic Chinese firms. In industries that experienced relaxation in FDI regulations, the average product scope increased by 5% which indicates more product innovation. Through vertical linkages, the product scope of firms is positively (negatively) affected by FDI in upstream (downstream) industries. The negative effect of FDI in downstream industries occurs because foreign firms engaging in processing trade rely more on imported inputs than inputs from domestic suppliers. The main channels of effect are firm-level R&D and industry-level technological distance, as FDI entry leads to an improvement in these variables. However, the positive effects of FDI on product innovation have limits. We found that these effects are present in medium- and low-tech industries but not in high-tech industries. Additionally, new products are mainly introduced within the same industry rather than across different industries.

They define the innovation process broadly, to include not only core innovation such as the introduction of new products and new technologies, but also other types of activities that promote knowledge transfers and adapt production processes. The authors find that more innovative firms are large exporting firms characterized by private ownership, highly educated managers with mid-level managerial experience, and access to external finance. In contrast, firms that do not innovate much are typically state-owned firms without foreign competitors. The identity of the controlling shareholder seems to be particularly important for core innovation, with those private firms whose controlling shareholder is a financial institution being the least innovative. While the use of external finance is associated with greater innovation by all private firms, it does not make state-owned firms more innovative. Financing from foreign banks is associated with higher levels of innovation compared with financing from domestic banks.

We propose a model of endogenous selection and innovation in heterogeneous firms that jointly explains the observed selection process and the innovation decisions. Further, we show in the data that innovation on acquisition is associated with the increased market scale provided by the parent firm.

Domestic heterogeneous firms may not introduce any new products, introduce a new product line (innovate), or develop a variety that is a close substitute to an existing product line (imitate). The presence of foreign firms generates incentives for imitation because they introduce original products that are vertically differentiated from domestic products. Using firm-level panel data for China, we find that increased FDI presence in a given industry leads to more imitation, but not necessarily more innovation, by domestic firms.

Considering the international, cross-border diffu sion of innovations one can observe that a particular technological design such as the facsimile machine, the personal computer or the mobile cellular telephone is often adopted by one country or region much earlier than by other countries which subsequently follow this country, which I will call the lead market. A lead market is defined as a country that adopts an innovation that is subsequently adopted worldwide. When different designs of an innovation compete internationally, the design preferred in the lead market becomes the global dominant design. The study suggests a theoretical explanation for the phenomena of lead markets and collects empirical evidence from a detailed case study of the cellular mobile tele of an innovation design adopted first phone industry. The international diffusion by the lead market, i. e. subsequent adoption of an innovation design preferred in the lead market by other countries, can be put down to the special market context in the lead market. The market context includes demand preferences, the environ mental condition and the degree of competition. Multinational firms are often confronted not only with varying market acceptance of new products and processes from country to country, but with national prefer ences for particular specifications of an innovation, i. e.
