Other similarly developed countries soon followed suit. From there, income inequality in the United States dropped significantly, and the decline in Europe was even more dramatic. First, this paper considers the changes over time of the share of national income gained by the top 1% of income earners in seven countries going back to World War Two. A second analysis considers the impact that tax policy may have had on the share of income accruing to the top 1% of U.S. income earners between 1980 and 2014, a period that begins just before the largest tax cut in US history and saw major increases in income inequality in the US. The first analysis shows that income inequality began to rise in some countries in the last two decades of the twentieth century, notably the United States, United Kingdom and Australia. However, this wasn't the case in other countries, including France, Japan and the Netherlands. We also look at Norway, which has experienced a more unique path. The second analysis shows mixed findings for the impact of income tax policy and its progressivity on income inequality in the U.S. from 1980 and 2014.

These statistics do not accurately reflect inequality because income is poorly measured, particularly in the tails of the distribution, and current income differs from permanent income, failing to capture the consumption paid for through borrowing and dissaving and the consumption of durables such as houses and cars. We examine income inequality between 1963 and 2014 using the Current Population Survey and consumption inequality between 1960 and 2014 using the Consumer Expenditure Survey. We construct improved measures of consumption, focusing on its well-measured components that are reported at a high and stable rate relative to national accounts. While overall income inequality (as measured by the 90/10 ratio) rose over the past five decades, the rise in overall consumption inequality was small. The patterns for the two measures differ by decade, and they moved in opposite directions after 2006. Income inequality rose in both the top and bottom halves of the distribution, but increases in consumption inequality are only evident in the top half. The differences are also concentrated in single parent families and single individuals. Although changing demographics can account for some of the changes in consumption inequality, they account for little of the changes in income inequality. Consumption smoothing cannot explain the differences between income and consumption at the very bottom, but the declining quality of income data can. Asset price changes likely account for some of the differences between the measures in recent years for the top half of the distribution.

Book excerpt: Using internal and public use March Current Population Survey (CPS) data, we analyze trends in US income inequality (1975-2004). We find that the upward trend in income inequality prior to 1993 significantly slowed thereafter once we control for top coding in the public use data and censoring in the internal data. Because both series do not capture trends at the very top of the income distribution, we use a multiple imputation approach in which values for censored observations are imputed using draws from a Generalized Beta distribution of the Second Kind (GB2) fitted to internal data. Doing so, we find income inequality trends similar to those derived from unadjusted internal data. Our trend results are generally robust to the choice of inequality index, whether Gini coefficient or other commonly-used indices. When we compare our best estimates of the income shares held by the richest tenth with those reported by Piketty and Saez (2003), our trends fairly closely match their trends, except for the top 1 percent of the distribution. Thus, we argue that if United States income inequality has been substantially increasing since 1993, such increases are confined to this very high income group.

Book excerpt: This paper discusses two issues in the relationship between inequality and economic growth: the data and the econometrics. We first review the inequality data set of Deininger and Squire, which, we argue, fails to provide adequate or accurate longitudinal and cross-country coverage. We then introduce our own measures of the inequality of manufacturing pay, based on the UNIDO Industrial Statistics. In our view, these provide indicators of inequality that are more stable, more reliable, and more comparable across countries than those of Deininger and Squire. Turning to the relationship between inequality and development, we diagnose several common econometric problems in the literature, including measurement error, omitted variable bias, serial correlation in longitudinal data, and the possible persistence of lagged dependent variables. By taking steps to account for these problems, we seek more reliable inferences concerning the relationship between inequality, national income and economic growth. We find evidence that generally supports Kuznets' specification for industrializing countries: inequality tends to decline as per capita income increases. However, after 1981 two problems emerge. First, per capita GDP growth slows dramatically in most countries. Second, there is a worldwide trend toward rising inequality in our data, independent of GDP or its changes. The timing and geographic pattern of these increases suggest a link to the high real interest rates and global debt crisis of the period beginning in 1982.
