Book excerpt: Markov Chain Monte Carlo (MCMC) methods are a Bayesian approach to tackle one of the main obstacles encountered in the estimation of modern-day stochastic volatility models: the curse of dimensionality induced by the increasing number of latent variables. This thesis strives to study the performance of affine jump-diffusion models in comparison to state-of-the-art Lévy-based return dynamics. Thus MCMC methods are applied to a novel dataset of S & P500 returns that comprises different periods of economic turmoil, such as the subprime crisis. The subordinate research goal is to address difficulties in the implementation of the MCMC methodology. In line with previous studies, the results indicate that jump components are indeed crucial for capturing complex patterns like skewness and excess kurtosis of the return distributions. Moreover, infinite-activity Lévy jumps prove to be superior to discrete compound Poisson jumps.

By building on the work of Kim, Shephard and Chib (1998), we develop efficient Markov chain Monte Carlo algorithms for estimating these models. The paper also discusses how the likelihood function of these models can be computed by appropriate particle filter methods. Computation of the marginal likelihood by the method of Chib (1995) is also considered. The methodology is extensively tested and validated on simulated data and then applied in detail to daily returns data on the S&P 500 index where several stochastic volatility models are formally compared under various priors on the parameters.

The method does not require the volatility process to be observed. Instead, it exploits the fact that the optimal decision functions in the corresponding dynamic programming problem can be expressed as functions of conditional distributions of volatility, given observed data. By constructing statistics summarizing information about these conditional distributions, one can obtain high quality approximate solutions. Although the required conditional distributions are in general intractable, they can be arbitrarily precisely approximated using sequential Monte Carlo schemes. The drawback, as with many Monte Carlo schemes, is potentially heavy computational demand. We present two variants of the algorithm, one closely related to the well-known least-squares Monte Carlo algorithm of Longstaff and Schwartz (2001), and the other solving the same problem using a “brute force” gridding approach. We estimate an illustrative SV model using Markov chain Monte Carlo (MCMC) methods for three equities. We also demonstrate the use of our algorithm by estimating posterior distributions of the market price of volatility risk for each of the three equities.

Inference is conducted under a Bayesian framework using Markov Chain MonteCarlo methods for computing the posterior distributions of the parameters. More precisely, our Gibbs-MH updating scheme makes use of the Delayed Rejection Metropolis-Hastings methodology as proposed by Tierney and Mira (1999), and of Adaptive-Rejection Metropolis sampling. We apply this methodology to a data set of daily and weekly exchange rates. Our results suggest that daily returns are mostly symmetric with fat-tailed distributions while weekly returns exhibit both significant asymmetry and fat tails.

Particle methods, that generalize hidden Markov models, are widely used in different fields such as signal processing, biology, rare events estimation, finance, etc. There are a number of approaches that are based on Monte Carlo methods that allow to approximate a target density such as Markov Chain Monte Carlo (MCMC), sequential Monte Carlo (SMC). We apply SMC algorithms to estimate default probabilities in a stable process based intensity process to compute a credit value adjustment (CV A) with a wrong way risk (WWR). We propose a novel approach to estimate rare events, which is based on the generation of Markov Chains by simulating the Hamiltonian system. We demonstrate the properties, that allows us to have ergodic Markov Chain and show the performance of our approach on the example that we encounter in option pricing.In the second part, we aim at numerically estimating a stochastic volatility model, and consider it in the context of a transportation problem, when we would like to find "an optimal transport map" that pushes forward the measure. In a filtering context, we understand it as the transportation of particles from a prior to a posterior distribution in pseudotime. We also proposed to reweight transported particles, so as we can direct to the area, where particles with high weights are concentrated. We showed the application of our method on the example of option pricing with SteinStein stochastic volatility model and illustrated the bias and variance.
