Book excerpt: This dissertation proposes a new Phillips curve that is able to endogenously generate inflation persistence in a profit-maximizing framework featuring sticky prices, in response to the critique to ad-hoc approaches directly incorporating a lagged inflation term into the Phillips curve by assuming that a fraction of firms reset their prices by automatic indexation to past period's inflation rate. In order to generate a lagged inflation term as a source of inflation persistence, I assume that although firms change their prices at discrete time intervals, they can not completely adjust prices due convex costs of changing prices. Hence, this dissertation introduces dual price stickiness with respect to the frequency and size of price adjustment. In addition to the dual price stickiness, this dissertation investigates the potential presence of dual wage stickiness: with respect to both the frequency as well as the size of wage adjustments. In particular, I derive a model of wage inflation dynamics assuming that although workers adjust wage contracts at discrete time intervals, they are limited in their abilities to adjust wages as much as they might desire.

Fuhrer and Moore (1995)'s formulation generates inflation persistence, but this is a consequence of their assuming that workers care about the past real wages of other workers. Making the more reasonable assumption that workers care about the current real wages of other workers, one obtains the standard formulation with no inflation persistence. The Blanchard and Katz conjecture turns out to imply that inflation depends negatively on itself lagged, i.e. the opposite of the empirical regularity

Book excerpt: This dissertation empirically investigates the expectations formation process and the constraints that economic agents face in forming beliefs about macroeconomic variables. Chapter 1 contributes to and extends our current understanding of information frictions in expectations. I first propose a new framework for estimating noisy information using individual forecasts, rather than mean forecasts as commonly done in previous work. This approach provides more power for identifying underlying information rigidities. I further extend this framework to incorporate misperceptions on the part of economic agents about the persistence of the underlying process being forecasted. Applying this framework to the U.S. inflation forecasts of professional forecasters points toward significantly less noisy information than previous estimates suggest but reveals a systematic underestimation on the part of forecasters of the persistence of inflation. Using a structural model that incorporates both noisy signals and misperceptions of persistence, I quantify the relative importance of each channel in accounting for the expectations formation process of these agents. The results indicate that, even for professional forecasters, there are multiple forces that generate economically significant deviations from full information. Chapter 2 is joint work with Olivier Coibion, Yuriy Gorodnichenko, and Saten Kumar. Using novel survey questions on the higher-order expectations of firm managers, we study the formation and evolution of these beliefs. A unique experimental approach allows us to characterize the degree of higher-order thinking of economic agents and how this degree of higher-order thinking affects managers' expectations as well as their economic decisions. We then relate these results to macroeconomic models in which higher order thinking matters for dynamics. Chapter 3 is develops a method for measuring the information flow of economic agents at a given point in time using survey data. I document a reduction in attention to several macroeconomic variables over time. I further document that in periods in which agents are paying more attention to a specific variable, there is also greater cross-sectional dispersion in attention across agents.

Book excerpt: In my dissertation, I attempt to shed new light on the impact of central bank behavior. The first chapter proposes indexes of monetary policy design characteristics in line with inflation targeting (IT). Indexes aim to provide a useful classification of central banks and to examine whether IT intensity matters for sacrifice ratio and inflation persistence. Results show that U.S. and Japan are ranked close to early targeters. Armenian central bank is detected to perform remarkably well as opposed to the literature's descriptions. Noteworthy structural changes are noticed in Mexico and Peru. Higher index level significantly reduces OECD countries' inflation persistence through increased transparency. Higher intensity among targeters does not deliver significantly lower sacrifice ratio or inflation persistence. Announcing official targets does not provide additional benefits. Low degree of central bank discretion and limited financing of the government significantly decrease the sacrifice ratio among OECD countries and in the full cross-sectional sample respectively. Institutional design features need to be mature enough in order to benefit from inflation targeting. The second chapter examines the usefulness of monetary aggregates. A number of dynamic stochastic general equilibrium models (DSGE) and econometric time series models are jointly specified; including vector autoregressive (VAR), random walk (RW), and various autoregressive (AR) and AR with exogenous variable type models (ARX). Model performance is evaluated via novel testing methods developed for assessing predictive and simulation accuracy. Money is found to matter for inflation simulation purposes in simple econometric models, such as ARX models. With regard to predictive point and density analysis, when complex models are examined, M2 enters into the forecast-best VAR-type inflation models. Model selection is found to be sensitive to researcher's objective function, to target variable and forecast horizon. Particularly, when the objective is policy analysis, the examination of multivariate models show that DSGE-type models often outperform at longer horizons and mainly for output forecasts. In contrast, VAR-type models win for simulation purposes and short-horizon inflation forecasts. However, univariate models without money generally dominate theoretical and atheoretical multivariate models both with and without money from both forecasting and simulation standpoint.
