Book excerpt: Exploiting a change in policy governing the entry of foreign direct investment (FDI) in 2002, we apply the difference-in-differences model to estimate the effects of FDI on the product scope of domestic Chinese firms. In industries that experienced relaxation in FDI regulations, the average product scope increased by 5% which indicates more product innovation. Through vertical linkages, the product scope of firms is positively (negatively) affected by FDI in upstream (downstream) industries. The negative effect of FDI in downstream industries occurs because foreign firms engaging in processing trade rely more on imported inputs than inputs from domestic suppliers. The main channels of effect are firm-level R&D and industry-level technological distance, as FDI entry leads to an improvement in these variables. However, the positive effects of FDI on product innovation have limits. We found that these effects are present in medium- and low-tech industries but not in high-tech industries. Additionally, new products are mainly introduced within the same industry rather than across different industries.

It provides causal evidence by exploiting China's foreign direct investment deregulation in 2002 and employs a difference-in-difference estimation strategy. Using a matched firm-patent data set from 1998 to 2007, the results show that the quantity and quality of domestic firms' innovation benefit from foreign direct investment. Moreover, the paper emphasizes the importance of knowledge spillover from foreign direct investment in similar technology domains. The analysis examines the role of horizontal foreign direct investment and foreign direct investment in technologically close industries'industries that share similar technology domains. The findings show that foreign direct investment in technologically close industries generates much bigger positive spillovers than horizontal foreign direct investment. The paper also shows that knowledge spillover from foreign direct investment in similar technology domains is not driven by input-out linkages. Moreover, the spillover effect is stronger in cities with higher human capital stock and firms with higher absorptive capacity.

Book excerpt: We review previous literature on productivity spillovers of foreign direct investment (FDI) in China and conduct our own analysis using a cross--section of firm data. We find that the evidence of FDI spillovers on the productivity of Chinese domestic firms is mixed, with many positive results largely due to aggregation bias or failure to control for endogeneity of FDI. Attempting over 2500 specifications which take into account forward and backward linkages, we find no evidence of systematic positive productivity spillovers from FDI. We do, however, find robust evidence that Chinese private firms tend to invest less in innovation in the presence of FDI. Combined with our previous findings that domestic private firms tend to be more involved in providing inputs and intermediary goods for foreign firms (Hale and Long, 2006), these results suggest a more passive role played by domestic firms in the global division of labor than envisioned by the Chinese government.

Does China follow the path of learning technology from outside through direct foreign investment and international trade as other Asian newly industrialized economies, or imitate the U.S. model that develop science and technology within the country based on the strong domestic research capacity? This study examines these questions using a comprehensive research model and a new Chinese patent dataset. The patent statistics in this study are created based on more than 120 thousand granted invention patent abstracts in China between 1985 and 2003. Compared with the Chinese patent data used in prior studies, this dataset distinguishes firm patents from patents awarded to universities and research institutes. The dependent variable for regression analysis is the technological innovation performance of Chinese domestic firms as measured by the number of patents awarded to firms in 30 Chinese provinces from 1989 to 1999. The final panel data for regression analysis were completed with other provincial indicators for the same years on research and development (R & D) expenditures by firms and public institutions, foreign direct investment (FDI), domestic consumption, and foreign exports. The results of count data fixed effect regression approaches show that the efforts of firms, measured by industrial R & D expenditures, spillovers from R & D activities conducted at universities and public institutions in the same region, and demand driven mainly by foreign exports are the most prominent positive factors in the domestic firms technological innovation performance. While the net impact of FDI on domestic firms patenting activity is mostly insignificant and sometimes negative.

Book excerpt: This paper investigates a lesser-known effect of innovation on the productivity of manufacturing firms in China using data that cover more than 330,000 firms across 40 sectors from 1998 to 2008. Innovation plays a key role in the productivity of firms and it matters for all types of firms, new as well as established. The ratio of new product output to the firm's total outputs is used to measure innovation ability in this paper. A higher ratio is expected to have a positive impact on a firm's productivity since new products are likely to be more differentiated than old products from other firms' goods, which allows for a higher mark-up and thus greater profits. Comparisons are conducted for different types of firms, domestic firms, foreign firms and Hong Kong, Macau, Taiwan-affiliated firms. I also implement different measures of productivity, such as total factor productivity and labor productivity. After controlling for a number of factors, I find a significantly positive relationship between innovation and productivity across all types of firms in China.

Book excerpt: Using a Heckman sample selection model estimated using pooled four-year firm-level data, this paper explores the export spillovers from the FDI in the cultural, educational and sporting product manufacturing industry of the manufacturing sector in China from 2000 to 2003. The manufacturing sector contributes around 40 per cent of the GDP in the Chinese economy, and the cultural, educational and sporting product manufacturing industry has a significant proportion of FDI activities, and firms in this sector are active in exporting. Through the empirical exercise, we find that there exist export spillovers from FDI in the industry, for which the magnitude depends on firms' geographical location, sale cost and revenue ratio, and ownership structure. On average, domestic firms located in Western China suffer from a foreign presence, irrespective of whether they are privately owned or state and collectively owned. For firms in Central China, both the privately owned and state and collectively owned firms appear to benefit from foreign presence. Regarding firms located in Coastal China, the privately owned firms suffer from the foreign presence, while in contrast the state and collectively owned firms benefit from the foreign presence. In addition, in this industry there are more firms that benefit from the presence of FDI than those that suffer, which to some extent justifies the government's policy to attract the FDI inflow.

Book excerpt: This paper builds on the idea that economic reforms in China were designed to attract foreign direct investment (FDI), while the opposite happened in India. We empirically examine how these different reform approaches affect foreign-invested enterprises' (FIE) and domestic firms' perceptions about the host country's business environment. Using World Bank survey data, we find that FIEs in India perceive more obstacles to business operations and development relative to domestic firms, especially on issues related to government regulations and legal institutions. On the contrary, FIEs in China find government officials more helpful in promoting business development and perceive legal and financial constraints similar to their domestic counterparts. These differences in perceptions between firm ownership types are consistent with the underlying diverging approaches of FDI policies adopted by the two largest developing nations.

Book excerpt: This study examines a specific channel of technology diffusion from multinational enterprises to domestic firms in less developed regions: research and development (R&D) activities of multinational enterprises in the host country. Using firm-level panel data from a Chinese science park, known as China's “Silicon Valley,” we find that the R&D stock of foreign-owned firms has a positive effect on the productivity of domestic firms in the same industry, while the capital stock of foreign firms has no such effect. These results suggest that foreign firms' knowledge spills over within industries through their R&D activities, but not through their production activities. In addition, we find no evidence of spillovers from domestic firms or firms from Hong Kong, Macao, or Taiwan, suggesting that the size of knowledge spillovers is larger when the technology gap between source and recipient firms is larger.

To do so, I exploit a reform that exogenously increased market access for firms in the world's largest developing country, China. Applying an instrumental variables strategy to rich firm-level administrative data, I show that exporting to high-income countries leads firms to innovate new products. These gains were driven primarily by privately-owned firms. My estimates show that a ten percentage point increase in market access to richer countries caused a 1.8 percentage point increase in product innovation for privately-owned firms. These effects are induced by the increase in revenue produced by exporting to high-income countries.

Book excerpt: This study examines how the origin of foreign investors affects the degree of horizontal and vertical technological spillovers, using firm-level panel data from Vietnam in 2002-2011. The results show a positive association between the presence of Asian firms in downstream sectors and the productivity of Vietnamese firms in supply industries, but no significant relationship in the case of European and North American affiliates. Within Asia,we find that foreign direct investment from China and Taiwan generates positive vertical spillovers to local suppliers. We hypothesize that distance, preferential trade agreements, and institutional or technological differences that affect the degree of local sourcing significantly impact vertical spillovers from foreign direct investment. The horizontal spillover effects are in general negative and statistically significant. Various robustness checks are performed.
