Book excerpt: Abstract: "Drawing on the recent literature on economic institutions and the origins of economic development, the authors offer a political economy explanation of why institution building has varied so much across transition economies. They identify dependence on natural resources and the historical experience of these countries during socialism as major determinants of institution building during transition by influencing the political structure and process during the initial years. Their empirical analysis shows that countries that are more reliant on natural resources and spent a longer time under socialist governments are more likely to see former communists remain in power and to start the transition process with less open political systems, with negative repercussions for the development of market-compatible institutions. Using natural resource reliance and the years under socialism to extract the exogenous component of institution building, the authors also show the importance of institutions in explaining the variation in economic development and growth across transition economies during the first decade of transition."--World Bank web site.

The reality is that limited finance has been a formidable barrier to these countries' growth and development. Moreover, they need to rely on their internal sources as external funds are not easily forthcoming. This book identifies four sources of internal finance--tax policies, capital markets, specialized financial institutions (such as development banks), and privatization of the public sector. It examines the conceptual foundations, operating and theoretical issues, as well as strategic considerations relating to these sources. In Part I, Kumar surveys and synthesizes theories of economic development and growth. He concludes by pointing out that these theories have ignored the importance of financial factors, i.e. markets and institutions. Part II, which relates to the internal sources of development finance, begins by examining tax policies. The author surveys the conceptual foundations of financial intermediation and then examines the role of capital markets and specialized financial institutions. Finally, the privatization of the public sector is seen as a special case of intermediation. The book clearly identifies the interrelationships among the internal sources of finance. Efficient financial intermediation is seen as the key to the growth and development of these nations. Ideal as a required text in courses in development finance and economics, this book is an important resource for consultants, professionals in the field of development, and government officials.

Book excerpt: The purpose of the measurement of the social cost of subsidised development finance institutions (DFIs) is to see if the social benefit exceeds the social cost. In most cases, it is so expensive to measure social benefits that a full-blown social cost-benefit analysis cannot be done. The measurement of social costs, however, is not as expensive, and it can inform choices of how to spend public funds. This paper presents two measures of social cost. The first is the Subsidy Dependence Index (SDI) that can measure social cost in short time frames. The second measure is the net present cost of society (NPCS), which can measure social cost in any time frame. Both the SDI and the NPCS model shift the emphasis from prices paid to opportunity costs.

We study a sample of public financial institutions in industrialized countries and identify dominant trends in their organization and oversight. While practices in developed countries may be a useful reference point, a more nuanced approach, accounting for the disparity of institutional environment, regulatory capacity, and government accountability and effectiveness, may be required in developing countries. Further investment in the accumulation of evidence and formulation of best practices in the organization and oversight of public financial institutions seems warranted and necessary. This paper was prepared while Mr. Ratnovski was working in the Financial Supervision and Regulation Division during January-April 2006.
