Book excerpt: In the midst of global financial crisis gift of the finance minister to the farmers in form of Rs. 71, 600 crore agricultural debt waiver has actually resulted into boon for the banks as because of this agricultural waiver they would now be able to recover the Non Performing Asset of Rs. 71,600 core. Further, the waiver is only for the loans taken from the commercial or regional rural banks and no care has been taken of the farmers who have taken loans from the informal sources. Also the limitation of 5 acres has also caused problems for the farmers as there as some areas in the country where farmers have more than 7 acres of land but they are still poor as the land is not fertile. The loan waiver package has come under international scanner as its announcement has coincided with the crucial stage of Doha Round negotiations, where India has demanded that developed countries drastically cut their multi-billion dollar "trade distorting" farm subsidies. The Rs 71,600-core farm loan waiver package has come under the scanner of world bodies such as Organisation for Economic Cooperation and Development (OECD) and the International Food Policy Research Institute (IFPRI). The OECD is keen to examine if the package falls under the category of trade-distorting farm subsidies in the "amber box", which include price support subsidies. IFPRI is also closely studying the developments and has termed the package a "subsidy", which would hurt Indian agriculture in the long-term.

Agricultural credit is a priority sector lending in such countries and banks have to invariably have a part of their loan book pie allocated it`. Statistical trends show that some farmers who take these benefits are turning "smart" and intentionally delaying loan repayments with the expectation of a loan waiver, particularly few months ahead of the elections. They feel that their loan will get waived once the political party for which they voted comes to power. Overtime, it gets revealed that a very small number of farmers actually get the loan waiver benefit as promised. By then, the loan account balloons because of interest and penalties - too big for him to ever repay. The helpless farmer shows his inability to repay while the deficit budget-driven Governments could not reimburse. This puts banks into a difficult situation and have to mark the loans as Non-Performing Asset (NPA)s and to eventually write-offs.This paper examines the various dimensions surrounding the agriculture loan waiver. The problem is examined from a bank-specific perspective. Loan waivers can turn into epidemic and spread to other segments causing a systemic risk to the economy. We study the economic implications with a specific focus on the impact on the banking system. The findings of this study will be of importance to policy makers, the banking regulator and banks.
