We consider the model under two different scenarios: known and unknown initial regime. For each scenario we investigated conditions that guarantee the model's completeness. We find that the model under consideration is arbitrage-free and complete if the initial regime is known and the jump size satisfies specific condition. Formulae for a unique risk-neutral measure and arbitrage-free pricing of derivative securities are provided. Several numerical examples illustrate no-arbitrage approach to pricing of derivative securities. In the case of incomplete model the Esscher transform is considered to obtain one specific pricing measure. In particular, we show that the Esscher transformed prices are continuously differentiable as a function of the parameters at the interface of incompleteness and completeness.

The methodology, which also performs pricing, is robust to time-varying and clustering risk observed in financial time series. As such, it overcomes the main theoretical drawbacks of the Black-Scholes model. To support our approach, we provide univariate pricing results for monthly S&P 500 vanilla options. Then, we present the associated out-of-sample hedging results in the context of harvesting the implied versus realized volatility premium. Using the proposed methodology, the Sharpe ratio derived from the strategy doubles over the classical Black-Scholes delta-hedging methodology.

It is shown that the regime switching model has the potential to capture a wide variety of implied volatility skews. The paper also discusses the pricing of exotic contracts, like barrier, Bermudan and American options, by implementation of a quadrature method. A detailed numerical experiment illustrates the application of the regime switching framework.

Time derivative and infinitesimal generator of the process for factors that determine the dynamics of the interest rate and/or volatility are discretized. The result is a sequence of embedded perpetual options in a Markov-modulated Leacute;vy model. Options in this sequence are solved using an iteration method based on the Wiener-Hopf factorization. Contrary to the earlier version of the method, the interest rate may assume non-positive values. As applications, explicit algorithms for Vasicek and Black's models with jumps are derived. Numerical examples show that the option prices in these two models are very close.

We provide regime-switching evidence based on yield-curves data under the Markov-modulated diffusion (MMD) model. A MMD model is proposed to incorporate Markov chain that is capable of capturing the dynamic feature of the spot FX rate. In addition, Markovian Jumps due to change in the state of the economy is formulated by Markov chain. Markovian jumps are embedded in a pricing kernel such that regime-switching risk is priced. An explicit valuation model of currency call options under the MMD model is derived. Empirical study shows that the derived valuation model with regime-switching risk is not only more complete but also appropriate for pricing European currency options on the spot FX rate.

Book excerpt: We consider an irreversible investment in a project, which generates cash flow following a double exponential jump-diffusion process and its expected return is governed by a continuous-time two-state Markov chain. If the expected return is observable, we present explicit expressions for the pricing and timing of the option to invest. With partial information, i.e. if the expected return is unobservable, we provide an explicit project value and an integral-differential equation for the pricing and timing of the option. We show a method to measure the information value, i.e. the difference between the values of the option to invest under the two cases. We present numerical solutions by finite difference methods if jumps are absent. By numerical analysis, we find that: (i) The value of the option to invest increases with the belief on economic boom; (ii) If investors are more uncertain about the state of the economy, information is more valuable; (iii) The more likely the transition from boom to recession, the less the value of the option; (iv) The bigger the dispersion of the expected return, the higher the information value; (v) A higher cash flow volatility induces a less information value.
