Book excerpt: This dissertation presents three essays. The first analyzes the determinants of the fiscal costs and output loss for a broad sample of countries experiencing a banking crisis. It explores three hypotheses: crisis countries with a greater supply of financial professionals, all else equal, experienced lower fiscal costs and output loss than countries with a smaller supply; policy measures contributed to the fiscal costs and output loss; and countries with a limited supply of financial professionals typically adhere to civil rather than common law. The essay does not find strong statistical support in cross-national data for the hypothesis that specialized professions reduce the fiscal costs and output loss of crisis in countries undergoing restructuring. It does, however, find robust statistical evidence that the fiscal costs and output loss during a crisis are not predetermined, and much of the variation is explained by policy measures. Of particular interest is the finding that the blanket guarantee dummy is very significant and robust to any specification. The essay finds evidence pointing to the legal tradition as an important determinant of the availability of professions.

It is composed of three essays. Chapter 2 studies how the supply of bank loans affected balance sheets and bankruptcies of businesses under various regulatory structures in the early twentieth century. I find that a contraction in the supply of bank loans deteriorated businesses' balance sheets. As a result, courts saw more bankruptcies among businesses with high exposure to bank debt. Tight bank credit also reduced trade credit extended among businesses. I also show that the Glass-Steagall Act mitigated the impact of bank loans on businesses. Chapter 3, co-authored with Alan G. Isaac, develops a network model of financial contagion and demonstrates with agent-based simulations that the interactions between banks and firms can generate and propagate financial fragility and business cycles. We also show that timely monetary policy intervention has effects on both financial and economic stabilization. Active use of discount window proves a useful response to idiosyncratic shocks, but intervention in the repo market is more powerful against cyclical fluctuations. Chapter 4 uses an event study approach to examine how Fed's credit easing policy in the recent crisis affected different sectors. I show that, early on, emergency lending programs only benefited financial firms, while quantitative easing improved the fundamentals of all firms, although the financial sector still benefited more than other sectors.

Book excerpt: Liquidity risk is inherent to the very nature of the banking activity which is to transform short term liabilities into long term assets. That is why liquidity crises are in one way or another implied in most financial crisis episodes. This thesis contributes to the understanding of how liquidity risk and liquidity crises in the banking and financial sector affect the allocation of resources and the functioning of the economy, and also discusses what could be the best institutional arrangements to share liquidity risk across agents and the best economic policies to avoid liquidity crises. It consists of three chapters focusing on diverse aspects of this topic. The first chapter, co-authored with Katerina-Chara Papioti, provides a new way to measure liquidity risk in the financial sector using the bidding behavior of banks in the bond auctions conducted by central banks. The second chapter examines risk-sharing between agents prone to liquidity shocks obtained through generational and intergenerational coalitions and asset trading in overlapping generation economies. Various institutional arrangements including financial intermediaries, stock markets and government interventions are studied in order to compare their risk sharing performance and optimality. The third chapter examines the international dimension of the liquidity issue and studies theoretically what combination of exchange rate regime and central bank policy is less vulnerable to a combined currency and banking crisis focusing on the sudden stop of capital flows as an underlying source of instability.
