To the surprise of many investors, there was no underpricing -- the stock closed the first day of trading flat from its offer price. The Facebook IPO was described as not only disappointing but also detrimental to the broader market. We explore why one IPO should have such widespread consequences. We document that the IPO market was silent for 41 days following Facebook. When it re-opened 41 days later, the average level of underpricing increased from 11% pre-Facebook to 20% post-Facebook. The common blame was an overall increase in risk-aversion among investors. We offer an alternative explanation. We show that the entire increase in underpricing is concentrated in the IPOs of the Facebook lead underwriters. We find no statistical difference in underpricing pre and post-Facebook for non-Facebook underwriters. We argue that investment bank loyalty to their institutional investor client based propelled the Facebook underwriters to increase underpricing to compensate for the perceived losses on Facebook.

The aim is to assess the company's value, and to show which assumptions and circumstances permitted the IPO valuation of $38 per share. The methodology includes best practice valuation methods, such as the discounted cash flow and the use of multiples. 24 scenarios reflecting different assumptions concerning the future world economy, user growth-rates, user monetization capabilities, and operating efficiency are modeled in order to underline the inherent uncertainties in valuing Internet companies. The study further includes a 25th scenario, reflecting the not excludable case of bankruptcy. Weighting each scenario equally yields a share price of $20 using the discounted cash flow method. The average value of the meaningful multiples, consisting of the adjusted EBITDA for the years 2011 and 2013e, as well as the P/E for the year 2013e, is $25. Facebook's estimated value per share at the time of the IPO is then derived from an equal weighting of the discounted cash flow weighted value and the multiple weighted value, yielding $23 per share. The IPO share price of $38 is 65 percent higher than the estimated value, but can be justified by certain underlying assumptions. In any circumstance, however, issuing the shares at $38 reflects the expectation that Facebook would become a huge success. In order to achieve this, member growth rates need to be extremely high in the short- and medium-term, and Facebook needs to quickly increase its average revenue per user. In the opinion of this Master's thesis, the price of $38 per share does not indicate Facebook's true value at the time of the IPO, because it only reflects one, highly optimistic scenario. Scrutinizing Facebook's prospectus shows that many critical aspects, such as monetization strategies for mobile users, the potential change in the popularity of the social network in the future, and privacy issues remaine.
