The model is used to examine a number of issues. These include: (i) the effects of the means and variances of policy shocks on the equilibrium; (ii) the determinants of the foreign exchange risk premium; (iii) the relationship between net export instability and economic growth.

The model considers nominal price rigidity under different exchange rate regimes. The numerical solutions obtained are consistent with the empirical regularities documented by Broda (2004), in which output responses to shocks are smoother in floats than in pegs; in moving from pegs to floats, the rise in nominal exchange rate volatility is coupled by the rise in real exchange rate volatility; and in both exchange rate regimes, net foreign assets is the most volatile variable.

It is of particular interest since extensive currency substitution not only makes domestic monetary and ijscal policies less ecurren;ective, it also makes active exchange rate intervention more dangerous. In this respect, the adoption of new exchange rate regimes is a topic particularly crucial for those countries who wish to join the EU. In this paper we study a small open economy model with frictions, whose main distinctive feature is the introduction of foreign real money balances in a representative agent utility function. The equilibrium for the economy is presented by a highly non-linear multiequational system solved numerically up to a second order approximation. The model is calibrated to Czech Republic for which we could use the evidence on currency substitution collected by the Austrian National Bank. Welfare ecurren;ects of dicurren;erent exchange rate regimes are taken into account.

Despite this, the Mundell-Fleming benchmark and its variants focus on pricing in the producer’s currency or in local currency. We model instead a ‘dominant currency paradigm’ for small open economies characterized by three features: pricing in a dominant currency; pricing complementarities, and imported input use in production. Under this paradigm: (a) the terms-of-trade is stable; (b) dominant currency exchange rate pass-through into export and import prices is high regardless of destination or origin of goods; (c) exchange rate pass-through of non-dominant currencies is small; (d) expenditure switching occurs mostly via imports, driven by the dollar exchange rate while exports respond weakly, if at all; (e) strengthening of the dominant currency relative to non-dominant ones can negatively impact global trade; (f) optimal monetary policy targets deviations from the law of one price arising from dominant currency fluctuations, in addition to the inflation and output gap. Using data from Colombia we document strong support for the dominant currency paradigm.
