Firstly, we account for latent heterogeneity by developing a maximum likelihood random effects spatial autoregressive (SAR) stochastic frontier model. Secondly, to analyze the finite sample properties of a spatial stochastic frontier model we develop a Monte Carlo experimental methodology which we then apply. Thirdly, we introduce the concept of the spatial efficiency multiplier and show that the efficiency benchmark for a productive unit from the structural form of a spatial stochastic frontier model differs from the efficiency benchmark from the reduced form of the model.

Book excerpt: In this paper, we analyze the productivity of farms across n = 370 municipalities located in the Center-West region of Brazil. We propose a stochastic frontier model with a latent spatial structure to account for possible unknown geographical variation of the outputs. This spatial component is included in the one-sided disturbance term. We explore two different distributions for this term, the exponential and the truncated normal. We use the Bayesian paradigm to fit the proposed models. We also compare between an independent normal prior and a conditional autoregressive prior for these spatial effects. The inference procedure takes explicit account of the uncertainty when considering these spatial effects. As the resultant posterior distribution does not have a closed form, we make use of stochastic simulation techniques to obtain samples from it. Two different model comparison criteria provide support for the importance of including these latent spatial effects, even after considering covariates at the municipal level.

The parameters of the model are estimated via the maximum likelihood estimation method. Monte Carlo simulations illustrate that our model performs well in finite samples. As an example, we employed our methodology to the US banks and found evidence for endogenous spillovers. The empirical example suggested potential biases in the parameter estimates when endogeneity of spillovers is ignored.

Book excerpt: By integrating Battese and Coelli's (1995) model and the spatial autoregressive model (SAR), a spatial autoregressive stochastic frontier model for panel data is developed. The main feature of this frontier model is a spatial lag term of explained variables and the joint structure of a production possibility frontier with a model of technical inefficiency. The model addresses both spatial dependence and heteroskedastic technical inefficiency. This study applies maximum likelihood methods considering the endogenous spatial lag term. The proposed model nests several existing models. Further, an empirical analysis using data on the Japanese manufacturing industry is conducted and the existing models are tested against the proposed model, which is found to be statistically supported. The findings suggest that estimates in the existing spatial and non-spatial models may exhibit bias because of lack of determinants of technical inefficiency, as well as a spatial lag. This bias also affects the technical efficiency score and its ranking.

Book excerpt: The literature on the measurement of regional convergence at different spatial scales and over different time periods is extensive. This study explores the potential role of variations in European regional technical efficiency as a contributing factor in providing explanation for convergence or divergence. To control for spatial dependence among regions, the paper uses a spatial stochastic frontier approach that integrates spatial econometric techniques with stochastic frontier models, also allowing for non-linear technical progress jointly with time and cross-sectional varying technical efficiency. From the estimated production function, we obtain estimates of the technical efficiency of the investigated 120 NUTS-2 regions of the European Union over the period 1995-2007. Our findings show that geographical externalities affect the EU frontier level, and that European regions have been converging to the frontier at a rate of about 0.8% per year. However, the analyses of the efficiency scores reveal that there is a strong geographic pattern of regional efficiency while the degree of average regional efficiency has increased steadily year by year. Overall, it appears that European regions have converged during the 1995-2007 period in terms of their ability to utilize physical capital and labor to maximize output.

Conventional econometric practice has generally followed this paradigm, and least squares based regression techniques have been used to estimate production, cost, profit and other functions. In such a framework deviations from maximum output, from minimum cost and cost minimizing input demands, and from maximum profit and profit maximizing output supplies and input demands, are attributed exclusively to random statistical noise. However casual empiricism and the business press both make persuasive cases for the argument that, although producers may indeed attempt to optimize, they do not always succeed. This book develops econometric techniques for the estimation of production, cost and profit frontiers, and for the estimation of the technical and economic efficiency with which producers approach these frontiers. Since these frontiers envelop rather than intersect the data, and since the authors continue to maintain the traditional econometric belief in the presence of external forces contributing to random statistical noise, the work is titled Stochastic Frontier Analysis.

There are two main camps in efficiency analysis: that which estimates maximal output and attributes all departures from this as inefficiency, known as Data Envelopment Analysis (DEA), and that which allows for both unobserved variation in output due to shocks and measurement error as well as inefficiency, known as Stochastic Frontier Analysis (SFA). This volume focuses exclusively on SFA. The econometric study of efficiency analysis typically begins by constructing a convoluted error term that is composed on noise, shocks, measurement error, and a one-sided shock called inefficiency. Early in the development of these methods, attention focused on the proposal of distributional assumptions which yielded a likelihood function whereby the parameters of the distributional components of the convoluted error could be recovered. The field evolved to the study of individual specific efficiency scores and the extension of these methods to panel data. Recently, attention has focused on relaxing the stringent distributional assumptions that are commonly imposed, relaxing the functional form assumptions commonly placed on the underlying technology, or some combination of both. All told exciting and seminal breakthroughs have occurred in this literature, and reviews of these methods are needed to effectively detail the state of the art. The generality of SFA is such that the study of efficiency has gone beyond simple application of frontier methods to study firms and appears across a diverse set of applied milieus. This review should appeal to those outside of the efficiency literature seeking to learn about new methods which might assist them in uncovering phenomena in their applied area of interest.
