Book excerpt: We study a finite horizon, single product, periodic review inventory system with emph{two} supply sources and a salvage option. These supply sources are typically capacitated and capacity levels often need to be reserved or installed in advance of the operational planning horizon. The supply sources may thus be differentiated by their lead times, capacities and fixed and variable order costs. Salvage options allow for inventory reductions and incur fixed cost and variable revenues. We first analyze the tactical problem of determining an optimal procurement strategy under given capacity profiles at the two suppliers. We then address the strategic model in which optimal capacity profiles are obtained based on two-part capacity contracts. We characterize the structure of optimal procurement strategies when the lead times of the two suppliers differ by a single period and the lead time for salvage opportunities matches that of one of the suppliers. However, our structural results suggest effective heuristics and upper and lower bounds for general lead time combinations.

Book excerpt: The basic argument for competition in Department of Defense (DoD) procurement is that it is believed to reduce the government's cost of purchasing goods and services. Nonetheless, in some cases it may be actually less costly for the government to forgo competition and rely on a single supplier. The DoD's program manager must determine whether competition is likely to result in savings or losses for the government; if competition is indicated, he must then decide on what specific form it should take. This report focuses on one of the DOD's strategies for establishing competitive production sources--"second-source" procurement, in which two firms produce a single design. Such an arrangement does not meet the requirements of traditional economic theory for the forces of competition to operate with full effectiveness. Only one buyer and only two sellers exist; demand is inelastic but uncertain. The authors describe five methods of estimating single-source cost, analyze the effect of competition, and discuss the breakeven method, which deduces the magnitude of pure savings needed to compensate for the cost to the government of introducing a second source. Finally, they analyze the Tomahawk project as an example of second-source procurement, and consider the quality of the resulting product.

Book excerpt: In response to a congressional request, GAO studied dual-source procurement as a method of obtaining competition in the production of supplies and equipment in the Department of Defense (DOD) and six civil agencies during fiscal year 1981. This method of procurement involves two or more sources concurrently producing the same product for the same buying office, with award of the larger share of quantities usually going to the lowest price source. GAO found that approximately 5 percent of the DOD contract actions which GAO studied were produced by dual sources. However, not all of the procurements within the selected DOD universe of procurements may have been suitable for dual-source production. Of the civil agencies, only the National Aeronautics and Space Administration reported any dual-source activity. GAO found that the opportunities for the use of dual-source procurement are unlikely to increase in civil agencies' procurements, because half of the agencies studied have production requirements which are typically too low for dual sources, and the others procure commercial products readily available from competitive market sources. In DOD dual-source procurements, national defense and industrial base mobilization interests were the primary objective of the procurements rather than competition. All of the DOD items procured by the dual-source method were components or subsystems of major weapon systems. GAO found little DOD or agency policy or guidance pertaining to dual-source procurement. Furthermore, in the absence of cost/benefit analyses, GAO could not conclude whether dual-source procurement is cost effective. However, the advantages most often cited for dual-source procurement include: (1) cost savings; (2) improvement of the industrial base; (3) improved quality assurance; and (4) improvements in meeting delivery schedules. The most widely perceived disadvantage concerns the costs required to develop, qualify, and maintain a second source.
