While the initial strong GDP decline seemed to have ended in 1997, the real development was facing even more difficult problems as output declined sharply after the Ruble and banking crisis of August 1998: inflation started to increase again, exports and imports were falling, capital flight increasing and unemployment rising. There is broad disappointment in Russia regarding the transformation failure in 1998 since so many people had hoped that the end of the Soviet command economy would bring democracy, prosperity and international integration. While Poland has been able to double per capita income in the 1990s it has fallen by 50% in Russia and this despite considerable IMF involvement and some (modest) support from other international organizations. What were the reasons for transformation failure in the 1990s? What are the ingredients for long term sustainable transformation? What are the internal and international requirements to avoid a second - possibly tragic - failure of transformation in Russia? An international group of researchers has focussed on these problems during a two-year research project financed by the Alfried Krupp von Bohlen und Halbach Foundation. A series of papers were presented at workshops in Potsdam, Bonn and Moscow in 1999 where this book is devoted to four important issues: the Russian transformation crisis, the topic of restructuring, the need for stabilizing Russia and the requirements for modernizing Russia.

Since the Soviet Union crumbled in 1991 and the Russian government set the country on its shaky journey toward capitalism and democracy, the Russian economy has been in a downward spiral; one which has drawn a majority of Russians into poverty and even lowered the average life expectancy by some 10 percent. To provide some scale for comprehending the magnitude of this problem, the more than 1.5 million men and women in uniform in the Russian armed forces and the 600,000 civilian employees of the Ministry of Defense, as well as the several million military pensioners throughout the land, must share a total defense budget of $15-$18 billion per year. That is about one-fourth of the U.S. Army's budget. The paper that follows, by retired Soviet Army Colonel Vitaly Shlykov, is a brutally honest appraisal of the harsh realities that are a part of today's Russia. It was presented at the Army War College's Eighth Annual Strategy Conference, "Russia's Future as a World Power," held at Carlisle Barracks, Pennsylvania, April 22-24, 1997. Colonel Shlykov's paper is even more sobering when one considers that the October Revolution of 1917 began in the bread lines of Petrograd and Moscow.

Book excerpt: The 1998 financial crisis in Russia was one of the most dramatic economic breakdowns and symbolized the failure of the transition process as it had been conducted since the end of the Soviet Union. There is no general agreement on the nature of the rouble collapse; a number of contradictory interpretations have been discussed among economists. This book argues that the Russian 1998 financial turmoil is best predicted by Krugman's and Sargent-Wallace's models. The currency collapse had its origins in the peculiar way in which the transition was managed. In particular, the Russian government became entrapped in the double constraint of a tight monetary policy imposed by the IMF on the one side, and a loose fiscal policy to support the private sector on the other. Those policies were inconsistent, and led to inflationary processes that were postponed through emission of a large amount of Treasury Bonds to finance the fiscal deficit. At the same time, a tight monetary policy retarded the recovery of the industrial sector. While the particular timing of the crisis was co-determined by other factors, such as the Asian financial crisis and the fall of the oil price, it was this incoherent monetary and financial policies mix that constituted the main cause of the rouble's spectacular collapse in August 1998. The book provides extensive coverage of a decade of Russian reforms. It critically analyzes neo-liberal ideology and the course of the transition process supported by the Washington Consensus.

Book excerpt: Coverage of Russia in western newspapers leaves an overriding impression that the place is corrupt and doomed. Economists and pundits have focused on corruption, and the lack of the rule of law as the main causes of last year's crash. These structural problems definitely exist and they are indeed serious. But they also existed and were serious when the stock market was booming in 1996-1997 on the perceived success of Russian reforms. In fact, focus on these two problems neither explains the crash nor the real news of recent months - that production in Russia is steadily growing for the first time in a decade. The reason for this turnaround is the collapse of the rouble, which freed industry from the uncompetitiveness of the former exchange rate. The August 17 debacle is turning out to be salvation of Russian industry. The depression of Russia's heartland in 1995-1998 was largely caused by the very success of stabilisation. To bring down rampant inflation the exchange rate was pegged. As a result inflation was swiftly reduced in 1996 and consumption and financial booms in 1997 triggered a small growth blip, but industry sank further into its depressive mire. While stock markets went from high to high the real economy was suffering from Russia's version of the Dutch Disease. The commodity-based export sector prospered, largely freed from the subsidisation role of Soviet times, but Russian manufacturing went from bad to worse. Companies made more losses and in order to survive they failed to pay tax, wage and supplier bills, and turned to barter. While corruption, tax avoidance and plain stealing by management were - and are - pervasive, they alone do not suffice to explain the growth of these virtual phenomena during the stabilisation period. Post-crash, things are different. Federal tax revenues are up which has allowed the government to start paying off some of its outstanding arrears. In the private sector profits, cash-flow, and order book levels are up, while barter and wage arrears are down. With a competitive exchange rate the Russian economy is reviving for the first time in decades. Russia's transformation into a market economy, however flawed, is bearing some fruit. Provided there is no fast real appreciation and no major political upheaval, there is nothing to suggest that the Russian economy will not keep on growing. But although denouncing corruption might help to foster positive change, blaming it for the crash (and for the West's loss of Russia) provides precious little insight. Straight exchange rate economics goes much further in explaining why Russia continued to decline after stabilising in 1995, and why it is growing now.

Interdependence is not simply strengthening the range of possibilities for national economies to participate in, and advantage of, these developments, but expanding the opportunities that are available to them. The question is how do states take advantage of these global developments. Russia is no exception. Although it actively participates in the globalization process, it is, however, confronting greater economic, technological, structural and institutional problems than other countries. At the same time, there is dwindling hope for favourable conditions to continue in global energy markets, which are crucial to the Russian economy. These problems exist alongside the risk that the widening gap between Russia and other economies in terms of economic performance and technological development and growth will continue. Russia now stands at the crossroads of either overcoming or exacerbating these current challenges. This choice dictates the current realities of pax economica. Moscow must, in the very near future, make meaningful, if not fundamental, decisions aimed at further opening its economy, improving its institutions, and strengthening its international ties. This task is made more difficult by Russia's weakening competitiveness and by its ambiguous position on the international division of labour. The old model of Russian development has been exhausted and a new one must be chosen. Russia's choice at this juncture will determine the future of its economic development for many years to come.
