In Laws of Creation, Ronald Cass and Keith Hylton take on these critics with a vigorous defense of intellectual property law. The authors look closely at the IP doctrines that have been developed over many years in patent, copyright, trademark, and trade secret law. In each area, legislatures and courts have weighed the benefits that come from preserving incentives to innovate against the costs of granting innovators a degree of control over specific markets. Over time, the authors show, a set of rules has emerged that supports wealth-creating innovation while generally avoiding overly expansive, growth-retarding licensing regimes. These rules are now under pressure from detractors who claim that changing technology undermines the case for intellectual property rights. But Cass and Hylton explain how technological advances only strengthen that case. A central feature of property rights is that they influence economic efficiency not (only) directly, but (also) through their effect on subsequent decisions made by agents, either unilaterally or in negotiation with each other. We examine models in which property rights affect incentives for agents' non-contractible unilateral actions (such as the static "Tragedy of the Commons," "adaptation" models, and hold-up models) as well as models in which property rights affect the efficiency of bargaining (such as private-information "partnership dissolution" models and bilateral contracting with externalities models). For incentive theories, we relate optimal property rights allocations to the nature of externalities arising from agents' actions. First, we show that when there exist property rights that eliminate harmful externalities at a first-best outcome, these property rights ensure the first best. When harmful externalities cannot be eliminated, second-best property rights are chosen with the view of reducing distortions in agents' actions. We examine how the sign of externalities determines the nature of distortions and the resulting second-best property rights allocations. This analysis applies not just to static incentive models but also to hold-up models, in which a prominent role is played by bargaining externalities (through agents sharing renegotiation surplus) in addition to possible direct externalities (from cooperative investments). The analysis unifies a number of theories of incentive contracts and property rights, including Hart and Moore's (1990) theory, and highlights the role of various assumptions in the specific results. We also discuss the possibility of using mechanism design or renegotiation design for improving upon simple property rights. Next, we discuss how the efficiency of bargaining under private information is affected by property rights ("status quo allocation"). We describe a general class of situations in which efficient bargaining is impossible (which includes Myerson and Satterthwaite's famous setting), and also demonstrate property rights that permit efficient bargaining in a wide class of situations. Finally, we consider the role of property rights on the efficiency of bilateral bargaining with externalities.

Book excerpt: This article examines and questions the traditional justifications for intellectual property (I.P.) rights in America (focusing on copyright and patent law), and explores incentives necessary to induce the creation of these works of information. I conclude that changes are needed to I.P. law in order to best foster society's dual goals of 1) promoting incentives to create I.P. works (such as currently patented drugs), while also 2) maximizing distribution of those products to all consumers who would stand to gain (and not merely those who can afford the monopoly price charged). Hence, I suggest the creation of a Government-Run Reward System to best serve both of society's goals: incentives distribution. Under the reward system, innovators would be paid directly by the government for their intellectual property creations. In turn, their works would pass immediately into the public domain so that they are freely reproducible and distributable at their marginal cost of production (rather than the monopoly price which prevails under patent and copyright law today). In its ideal form, the reward system thereby allows for both socially optimal creation and distribution of intellectual property works, eliminating the deadweight social loss that plagues us today.
