Starting in 1980, liberalization in Latin America was expected to improve market functioning, efficiency, and welfare. Instead, it yielded slower growth, unexpectedly high levels of unemployment and income inequality, flat or falling wages, an increase in non-tradeable (service sector) and informal activity, and, finally, waves of emigration from Mexico, Central America, and Ecuador, among other countries. This book provides a heterodox narrative explanation of why the orthodox economic model that underwrote the standard ‘trickle-down’ account served more to obscure and obfuscate than to explain and clarify the state-of-affairs. The book investigates the impact of the global-scale liberalizations of markets for goods and physical and finance capital and the mere national-scale liberalization of regional labor markets, arguing that these asymmetric liberalizations, together, resulted in labor market failure and contributed in turn to the subsequent, undocumented migrant flow. The ultimate effect of the skewed scale of market liberalizations in Latin America disproportionately benefited capital at the expense of labor. In the 24 emerging markets that we study, liberalizations always coincide with other economic reforms, making identification difficult. Theories linking liberalization to growth predict that at the firm-level, liberalization leads to significant foreign ownership and influence on management, more external finance, and higher investment. Using firm-level data, we find no evidence supporting these theories. Our findings suggest that either equity market liberalization does not cause growth, or that it promotes growth through an indirect channel that is overlooked in the current literature.

Operationalizing the research question, it focuses on capital account liberalization (CAL). The paper begins with an extensive literature review which recognizes the importance of a countries institutional quality and derives the following two hypotheses: CAL generally increases income inequality and CAL leads to an especially high increase in income inequality if the institutional quality is low. These hypotheses are empirically tested based on a panel data set covering 159 countries from 1996 – 2009. In the last decades the economies and financial systems of many countries liberalized and integrated with each other in order to benefit economically. However, at the same time income inequality and the gap between the extreme poor and the rich increased. The European Union is one of the regions with the most remarkable development regarding financial liberalization and integration. Some countries have been transformed within the last 25 years from centrally planned economies with controlled financial markets to market economies with open financial markets, integrated within the European Monetary Union. On the one hand this financial liberalization and integration is argued to be an important reason for economic growth. However, on the other hand it is strongly related to the Euro currency crises which is currently the main challenge facing the EU and is discussed daily on the news. The lower- and middle-classes in particular are protesting against immense financial supports for banks and investors on the one side and wage reductions, unemployment and social benefit cuts on the other. Can these inequalities be explained by the increasing liberalization of financial markets? Are they logical consequences of international financial liberalization and integration? This paper approaches these questions on a meta-level by answering the research question: How is Financial Market Liberalization Influencing Income Inequality? Before elaborating on this research question and explaining the investigated hypotheses it is explained what exactly is meant by financial market liberalization.

Book excerpt: In order to investigate the impact of financial market liberalization on economic growth in the MENA region, we need to replace our contribution in the economic growth literature. Our study is related to the literature on policy impacting growth rather than the debate on quot;convergencequot; between low-income and high-income countries which dominates the current research on economic growth. Our study is one of the few studies that focus on MENA countries. Several issues are addressed about the impact of stock market liberalization on economic growth. Using annually data from 11 MENA countries over the 1979-2005 period, the empirical results indicate that stock market liberalization has no effect on economic and investment growth whereas the impact on stock market development is negative in the short-run but turns positive in the long-run. However, when we include certain pre-conditions for liberalizing the stock market, we find that a more developed stock market prior to liberalization, less government intervention and by not fully opening the economy to foreign trade reinforces the positive impact of liberalization on stock market development. These results could have some important policy implications; in which domestic financial reforms should precede policies that aim at liberalizing the stock market. This is not only easier and faster to accomplish, but from a policy sequencing perspective it pays to reform the trade regime before liberalizing fully the (portfolio component of the) capital account. In conclusion, reforms should first and foremost start in the domestic economy before open it full to foreign participation. Our results are robust to several specifications.
