A trading strategy of investing in assets based on their price-earnings ratio is back-tested, thus also testing the efficient market hypothesis. Market data over the past twenty-five years (1989-2014) was gathered, cleaned, and modeled to test for unexplained return to five portfolios ranked by PE ratio. The data was tested using the single-factor Capital Asset Pricing Model and the Fama-French three-factor model. The dataset was then decomposed by price and similarly modeled to test whether the effectiveness of using PE as a leading indicator is limited by the price level of an asset. I conclude that investing in a portfolio comprised of the lowest PE ratio assets yields the highest unexplained returns over the period examined. I also find that this strategy is primarily driven by low and mid-priced stocks, and does not hold at high price levels. In this analysis, the efficient market hypothesis does not hold.

Book excerpt: In this work I reexamined Basu0́9s 1977 work using an out-of-sample, out-of-period test on the returns of a sample of common stock for the period February 2003 to December 2012, from the viewpoint of a rational investor wishing to use data for investment approaches. The data was examined for normalcy, and similar methodology and definitions of ratios and return were used in order to closely follow Basu0́9s work. I found that the assets in the sample used here do not display the same results found by Basu in regard to the relationship between returns and price-earnings ratio under either the capital asset pricing model, used by Basu, or the more recent Fama-French three factor model.

The underlying finance theories include the Miller-Modigliani (MM) theory, capital asset pricing model (CAPM), the information content of dividends, relationship between common stock returns and systematic factors, the price-earnings ratio and growth potential puzzle and the inflation-hedging capacity of common stocks. The study utilized panel data least squares regression models. The results were mixed with respect to the empirical conformity of the seminal theories. While MM Proposition I holds, the results show weak portability of the MM Proposition II. The CAPM lacks empirical support on the Nigerian Stock Exchange (NSE). The information content of dividends theory has strong empirical support. The study also finds strong support for the interaction between common stocks and macroeconomic factors such as industrial production index, term spread and risk premium. The relationship between price-earnings and growth was weak. Finally, common stocks were found to be effective in hedging against expected inflation but poor hedgers against unexpected inflation.
