Book excerpt: This paper provides a theoretical model to address the issue of how industrialization affects the structure of international trade. Considering both horizontal and vertical product differentiation, the model shows that intra-industry trade increases when product quality improvement emerges in a developing country and when a difference in relative factor endowments between a developed and a developing countries shrinks. To promote understanding of the conclusions of the model, the paper also uses actual trade data between Japan and Indonesia and between Japan and Korea.

Book excerpt: The purpose of this paper is to examine the features and determinants of Chinese intra-industry trade during the 1992-2010 transition periods for China's primary trade partners. We disentangle total intra-industry trade into vertical intra-industry trade and horizontal intra-industry trade, using data at the harmonization system level. The results of our sets of estimations suggest that China's HIIT is more likely to emerge with countries that are similar than with those that are different. Conversely, China's VIIT happens more with different rather than with similar countries. And in the intra-industry trade, the vertical intra-industry trade takes the central stage since existing wide gap of technology and management of corporations between the interior of China and major trading partners.

The model is based on the recent trade literature that considers search and matching frictions in the labor market. We extend the model by incorporating country-level heterogeneity in terms of production technology, population, and productivity endowment. Model simulation results show a simultaneous tariff cut between symmetric countries to reduce unemployment rates and increase prices in the product market due to higher long run demand, while nevertheless benefiting the economy owing to a more rapid rise in consumer income. In the case of asymmetric countries, we find that larger gains from greater openness to trade accrue to a country with (relatively) more elastic supply occasioned by capital-intensive production technology that accommodates more flexible adjustments to output in response to increased demand. We calibrate the model to Korean and Japanese data in order to assess the expected outcome of the potential trade liberalization between those countries. With a scenario of symmetric level of trade liberalization (in terms of trade cost reduction), when we assume the same population size in a counterfactual way, we find Japan to receive greater benefits from the opening because its relatively more capital intensive production allow for quicker output adjustment upon trade liberalization.
