Book excerpt: This paper presents a model of task assignment and worker matching to explore how the distributions of labor endowments within countries influence aggregate productivity and international trade patterns. Higher moments of the skill distribution have complex relationships with the organization of the labor force. First, labor endowments skewed toward high abilities exhibit positive assortment of workers across tasks, while countries with distributions of ability skewed towards low abilities exhibit underemployment. Second, greater dispersion improves aggregate productivity in countries that experience underemployment, but worsens productivity where there is assortative assignment. Furthermore, the shape and size of factor endowments are shown to jointly determine a global pattern of comparative advantage. Countries are more likely to export their abundant factors when labor markets organize heterogenous workers effectively. These predictions receive empirical support from Organization for Economic Co-operation and Development (OECD) countries using measures of diversity constructed from educational attainment.

We do so by focusing on the role of inequality in the determination of trade flows and patterns. With nonhomothetic preferences, when countries are similar in all respects but asset inequality, we find that trade is driven by specialization in consumption, not production. These assumptions allow us to generate some interesting international spillover effects of redistributive policies. We also look at the effects of combining inequality and endowment differences on trade flows, and see that this has implications for the mystery of the missing trade.' We then study a model of monopolistic competition, and find a novel V-shaped relationship between the ratio of inter-industry to intra-industry trade and a country's inequality. Finally, we look at how international differences in factor endowments affect this relationship between the ratio of inter- to- intra-industry trade and inequality. Book excerpt: Examining the relationship between factor endowments and production patterns using international and Japanese regional data, we provide the first empirical confirmation of Ethier's correlation approach to the Rybczynski theorem. Moreover, we find evidence of substantial production indeterminacy. Prediction errors are six to thirty times larger for goods traded relatively freely. A compelling explanation of this phenomenon is the existence of more goods than factors in the presence of trade costs. This result implies that regressions of trade or output on endowments have weak theoretical foundations. Furthermore, since errors are largest in data sets where trade costs are small, we explain why the common methodology of imputing trade barriers from regression residuals often leads to backwards results.
