We show this pattern to be consistent with fund incentives, in that funds will discard exactly those strategies which underperform. Past returns contain less information about the future performance of funds which change strategies, so fund flows are less sensitive to past returns when past returns are lower. Evidence from the performance persistence literature supports this view, though the behavior of investors in the very worst funds remains anomalous. We test two implications of our story using a new data set of daily mutual fund returns from Micropal and manager-change dates from the CRSP mutual fund data set. The first implication is that strategy changes occur only after bad fund performance. The other is that poor performers who change strategy enjoy a larger performance improvement than poor performers who do not. Using change in risk loadings from a four factor model and a manager-change variable as proxies for change in strategy, we find empirical support for both these implications.

In recent years, markets have observed an innovation that changed the way open-end funds are priced. Alternative pricing rules (known as swing pricing) adjust funds’ net asset values to pass on funds’ trading costs to transacting shareholders. Using unique data on investor transactions in U.K. corporate bond funds, we show that swing pricing eliminates the first-mover advantage arising from the traditional pricing rule and significantly reduces redemptions during stress periods. The positive impact of alternative pricing rules on fund flows reverses in calm periods when costs associated with higher tracking error dominate the pricing effect.

Over 1991-2004 equity fund investor timing decisions reduce fund investor average returns by 1.56% annually. Underperformance due to poor timing is greater in load funds and funds with relatively large risk-adjusted returns. In particular, the magnitude of investor underperformance due to poor timing largely offsets the risk-adjusted alpha gains offered by good-performing funds. Investors in both actively managed funds and index funds exhibit poor investment timing. We demonstrate that our empirical results are consistent with investor return-chasing behavior.

Based on publicly available Danish data, we test the three methods that are generally applicable and find that the choice of valuation method and estimation technique can have a highly significant impact on the international investment position, pointing to the need for further harmonization. The results show that the price-to-book value method generates more robust market value estimates than the price-to-earnings method. This finding suggests that the valuation basis for the forthcoming Coordinated Direct Investment Survey - own funds at book value -will provide useful information for compiling the international investment position.

They transform longer-term investment projects into daily redeemable claims. To the extent that OEREFs stand ready to both issue new shares and redeem outstanding ones on a daily basis they provide valuable liquidity transformation. At the same time, they become susceptible to run phenomena. This dissertation analyzes the inherent fragility of open-end real estate funds in light of the German open-end fund crisis of 2005/06. The dissertation comprises three papers. The first paper explores how fund performance and other factors influenced capital flows into OEREFs before, during and after the German open-end fund crisis of 2005/06. The second paper looks at the valuation practice of OEREFs and assesses whether funds have suffered from a valuation problem. It finds evidence in support of the view that systematic deviations of appraised values from prices achieved in the market were at the heart of the 2005/06 German open-end fund crisis. The third paper relates findings from banking theory to OEREFs. It explores under which conditions the open-end fund contract resembles a demand deposit contract that is prone not only to panics but also to fundamental runs. The dissertation concludes by discussing policy options to mitigate the run problem.

When funds are small, they exhibit increasing returns to scale but when they become large, they exhibit decreasing returns to scale. This sharply contrasts with the previous finding of decreasing returns to scale among equity mutual funds. Further, I show that the nature of trading cost in the corporate bond market -- in particular, a U-shaped relation between trade size and unit trading cost at the corporate bond level -- is relevant for explaining hump-shaped returns to scale. Interpreting these empirical patterns is not straightforward, though. In a rational expectations framework, we expect a fund's net alpha always to be zero and hence, no time-series relation between fund size and subsequent fund alpha. To help interpret the empirical findings, I propose a dynamic model in which investors learn about a fund's ability to manage its trading cost from its past returns. The evolution of investors' beliefs provides a source of variation in fund size and further, in fund alpha in equilibrium over time.
