Book excerpt: In this paper, we investigate the classical economic topic about the relationship between financial sector and the real economy by testing whether financial development eases firm's financial restriction for investment. The role of financial development on the real economy is a controversial issue among scholars and economists. Even though there have been many previous studies in this regard, it is hard to say that there is unique agreement on this issue. However, since the seminal research by King and Levine (1993), many empirical and theoretical papers have shown that financial development could affect economic growth. Most of the works employed an empirical model using cross-country database and produced a similar conclusion about the relationship between finance and the real economy. However, their arguments have limits as they ignored the specificities of economic state of individual country. Unlike their uniformed perception of the relationship between financial development and the real economy, the effect of the former on the real economy could be varied by countries because of the diverse path of economic growth that each county takes. For this reason, country specific analysis would be more appropriate if we are interested in the role of financial development on specific country. Our interest lies on whether financial development would affect the real economy by easing firm's financial restrictions in Korea. In this study, first, we show the recent development trend of both finance and real sectors in Korea, and introduce previous studies on the role of financial development in chapter 3. In chapter 4, we present an empirical model based on the work of Gilchrist and Himmelberg (1998) and Love (2003), to find out whether financial development in Korea ease firm's external financing constraints. Lastly, we will briefly present the policy implications.

This book is a study of development of the South Korean economy from the time of the cessation of the Korean War to date, based on available data with minimal historical description, focusing on investment, the sources and means of capital formation, which is one of the most critical factors that contributed to economic development, and the government role of in them for economic growth and structural changes. The approach in this study is more analytical (without being mathematical, statistical, or technical, but with supporting quantitative data) than historical.There are a number of studies on some aspects of capital formation and economic development in short articles, but there is no comprehensive study/analysis/book of capital formation and economic development of South Korea since the Korean War, other than this authors comprehensive study of capital formation and economic transformation of Korea before 1945 (1876-1945). Not only this book fills the void of study of the subject after the Korean War but it also complement my first volume.This study reveals a number of significant, though perhaps not all unique, patterns and characteristics of capital formation and economic development of South Korea. The combination of circumstances, approaches, and experiences in the country was in many respects unique in comparison to many developing and developed countries, including many Asian countries, such as Japan and China.

However, there has been little careful analysis, especially by Western scholars, of the heritage of the Korean economy in the traditional and transitional periods from which it launched into a modern phenomenal economic success. One of the major weaknesses of a few studies abroad evaluating the Korean economy between 1876 and 1945 often has been the one-sidedness. The time has come to assess and reassess Korea's heritage of economic transformation fairly and objectively with an open mind by a Korean scholar who has been educated and held his professional career abroad. This book is a study of transformation of the Korean economy from the time of the opening of the hermit kingdom in 1876 to the end of Japanese rule in 1945, focusing on capital formation, economic growth, and structural changes. During the 70-year period, the country under siege of foreign powers transformed from a static, and agrarian economy to a semi-industrial one that has evolved in three distinct stages of economic transformation, namely, the traditional economy before the opening of the country to the outside world, the transitional economy between 1876 and 1904, and the colonial economy under Japanese rule during 1905-45. The approach in this study is more behavioral and analytical (without being mathematical, statistical, or technical, but with supporting quantitative data) than historical. Although narratives of Korean economic history before 1945 are scarce in English, an effort is being made in this study to devote as much space as possible to the analysis of the economy based upon available data with minimal historical description. This study reveals a number of significant, though perhaps not all unique, patterns and characteristics of capital formation and economic transformation of Korea. The combination of circumstances, approaches, and experiences in the country was in many respects unique in comparison with many developing and developed countries, particularly among many Asian countries, e.g., Japan and China.

After the 1997 financial crisis, great strides were made in building a market-oriented financial system through sweeping reforms for deregulation and the opening of financial markets. However, the new system failed to steer the country away from a credit card boom and bust in 2003, a liquidity crisis in 2008, and a run on its savings banks in 2011, and has been severely tested again by the ongoing COVID-19 pandemic crisis. Financial liberalization, clearly, has been no panacea. This study analyzes the deepening of and structural changes in Korea’s financial system since the early 1980s and presents the empirical results of the effects of financial development on economic growth, stability, and the distribution of income. It finds that, contrary to conventional wisdom, financial liberalization has contributed little to fostering the growth and stability of the Korean economy and has exacerbated income distribution problems. Are there any merits in financial liberalization? The authors answer this query through empirical examinations of the theories of finance and growth. They point to a clear need to further improve the efficiency, soundness, and stability of Korean financial institutions and markets.
