Value and Momentum are able to outperform the benchmark prior to transaction costs. After transaction costs, only Value is able to outperform and its higher returns are not merely a compensation for bearing higher systematic risk. Size is the only factor contributing a higher risk-adjusted return than the benchmark. It adds to the multi-factor portfolio's risk-adjusted outperformance, even after accounting for transaction costs. Low-Risk exhibits a strong negative correlation of its relative returns with respect to the Value factor. This provides valuable diversification benefits which help to reduce the tracking error and the multi-factor portfolio's volatility substantially.

Book excerpt: This paper examines the risk-adjusted performance of mutual funds offered in Germany which exclusively invest in the 'rather new' capital market segment of euro-denominated investment grade corporate bonds. The funds are evaluated employing a single-index model and several multi-index and asset-class-factor models. In contrast to earlier studies dealing with (government) bond funds, we account for the specific risk and return characteristics of investment grade corporate bonds and use both rating-based indices and maturity-based indices, respectively, in our multi-factor models. In line with earlier studies, we find evidence that corporate bond funds, on average, under-perform the benchmark portfolios. Moreover, there is not a single fund exhibiting a significantly positive performance. These results are robust to the different models. Finally, we examine the driving factors behind fund performance. As well as examining the influence of several fund characteristics, in particular fund age, asset value under management and management fee, we investigate the impact of investment style on the funds' risk-adjusted performance. We find indications that funds showing lower exposure to BBB-rated bonds, older funds, and funds charging lower fees attain higher risk-adjusted performance.

Using a unique dataset that is representative for the universe of actively quoted corporate bonds, we find that although unconditionally the country factor dominates the industry factor, there is substantial time variation and no trend towards full integration. Breaks in the variation correspond with several important events in the European financial market integration, such as the introduction of the Euro and the sovereign debt crisis.

Our empirical findings reveal that momentum is mainly concentrated among noninvestment grade bonds. Furthermore, the composition of the momentum portfolios varies over time and is related to bond characteristics. Taking this into account, we apply characteristics-based adjustments in context with performance measurement and find momentum profits to remain robust. Most importantly, bond-specific return components seem to drive momentum patterns, indicating gradual information diffusion in bond prices.
