This work focuses on the evaluation of total public debt sustainability in a simple accounting framework that includes exchange rate effects. We use new data on domestic public debt and show how the switch from foreign to domestic borrowing, and rising domestic real interest rates are likely to undermine the overall sustainability and the success of debt relief programs.

Even today, cross-country data on domestic public debt remains curiously exotic, particularly prior to the 1980s. We have filled this gap in the literature by compiling a database on central government public debt (external and domestic). The data span 1914 to 2007 for most countries, reaching back into the nineteenth century for many. Our findings on debt sustainability, sovereign defaults, the temptation to inflate, and the hierarchy of creditors only scratch the surface of what the domestic public debt data can reveal. First, domestic debt is big -- for the 64 countries for which we have long time series, domestic debt accounts for almost two-thirds of total public debt. For most of the sample, this debt carries a market interest rate (except for the financial repression era between WWII and financial liberalization). Second, the data go a long ways toward explaining the puzzle of why countries so often default on their external debts at seemingly low debt thresholds. Third, domestic debt has largely been ignored in the vast empirical work on inflation. In fact, domestic debt (a significant portion of which is long term and non-indexed) is often much larger than the monetary base in the run-up to high inflation episodes. Last, the widely-held view that domestic residents are strictly junior to external creditors does not find broad support.

There have been many studies that examine the causes and consequences of external debt crisis. However, little attention has been put to domestic debt crisis and the importance of it has been neglected. This is mainly due to two facts: First, the number of occurrence of the domestic debt crisis is less than that of external debt crisis, and second, the consistent database has not been constructed. Recently, many attempts have been made to construct database for domestic debts and domestic debt crises. This paper uses the database established by Panizza (2008), and tries to analyze the determinants of domestic debt crisis. We apply the panel probit model to determine the factors that cause domestic debt crisis and to find the debt thresholds of individual countries. The results of the paper show that many macro variables are important determinants of domestic debt crisis. Also, unless important macro variables are controlled, domestic debt ratio variable did not have significantly positive coefficient. This implies that the status of the macro variables determines the tolerable levels of domestic debt ratio, and that the countries have quite different levels of domestic debt ratio thresholds depending on their macroeconomic fundamentals. Thus, unless these factors are controlled, the comparison of domestic debt ratios between countries is meaningless.
