Book excerpt: While strong shareholder control benefits the firm by preventing Free-Cash-Flow problems in the good state of business cycles, it is costly to the firm in exacerbating the Conflict-of-Interest problem between shareholders and creditors in the bad state. Investigating how firm financial policies change within business cycles in firms with different degrees of shareholder rights, I find an array of significant and robust empirical evidences supporting the above hypotheses with respect to firm value, debt maturity, external financing, payout and investment policies. The economic effects of these agency conflicts are significant as well. Firms with stronger shareholder rights lose significantly more investment options from the good to the bad state in business cycles. While stronger shareholder rights are associated with better accounting and equity performance in the good state, the reverse is true in the bad state of business cycles. In addition, it does not seem that market fully recognizes these varying agency effects of shareholder rights over time. An investment strategy based on the alternating benefits and costs of shareholder rights earns a significant 9.2% annual abnormal return in business cycles. Moreover, the significant abnormal returns are not explained by the existing asset pricing models. Providing a comprehensive study on the policy and economic effects of shareholder control over business cycles, this paper suggests that strong shareholder rights in governance contracting have both benefits and costs due to their varying agency implications.

Consistent with the hypotheses drawn on the Agency Theory, the findings of the empirical research suggest life cycle stages moderate the association between tax avoidance and debt covenant violation. Overall, this book sheds light on the potential implications of tax avoidance activities for a firm’s capital structure. Book excerpt: I develop a dynamic model of corporate investment with taxes, costly equity and debt financing, agency conflicts between shareholders and managers, and a parameterized time-varying pricing kernel. The framework allows me to explore both the cross section of returns and firms' financing choices. In the model, managers seek private benefits proportional to the sizes of the firms, leading to empire-building behaviors. Corporate governance is modeled explicitly as a mechanism for shareholders to discipline managers. The predictions of the model are consistent with the recent empirical findings: (1) firms with stronger governance outperform firms with weaker governance in booms and underperform these firms in recessions; (2) firms with weaker governance enjoy lower costs of debt financing and rely less on equity financing than firms with stronger governance do. I also empirically test the predictions of the model on expected stock returns.

Our proxies for equity agency conflicts (asset utilisation and discretionary operating expense ratios) vary significantly across firms and are generally lower than those for large U.S. firms and U.K. firms. Consistent with previous studies, inside ownership, board size, board leadership and short-term debt financing, are positively related with efficient use of assets, but not with reduced discretionary operating expenses. There is evidence of a non-linear relation between the measures of efficiency and both inside ownership and board size.

The corporate governance resolution of this conflict assigns the operating decisions of the firm to stockholders and the financing decisions to bondholders. Financing decisions are then linked to operating decisions in a way that coalesces the welfare of bondholders and stockholders over the business cycle. Evidence from the nonfinancial business sector of the G-7 countries does not reject the predictions of the model.

The bursting of the dotcom bubble and the extended bear market of 2000 to 2002 prompted Congress to pass the Sarbanes-Oxley Act, which was directed at core aspects of corporate governance. At the end of the decade came the bursting of the housing bubble, followed by a severe credit crunch, and the worst economic downturn in decades. In response, Congress passed the Dodd-Frank Act, which changed vast swathes of financial regulation. Among these changes were a number of significant corporate governance reforms. Corporate Governance after the Financial Crisis asks two questions about these changes. First, are they a good idea that will improve corporate governance? Second, what do they tell us about the relative merits of the federal government and the states as sources of corporate governance regulation? Traditionally, corporate law was the province of the states. Today, however, the federal government is increasingly engaged in corporate governance regulation. The changes examined in this work provide a series of case studies in which to explore the question of whether federalization will lead to better outcomes. The author analyzes these changes in the context of corporate governance, executive compensation, corporate fraud and disclosure, shareholder activism, corporate democracy, and declining US capital market competitiveness.
