In light of this, several long-memory models have been proposed. However, the possibility of level shifts has been advanced as a possible explanation for the appearance of long-memory and there is growing evidence suggesting that it may be an important feature of stock returns volatility. Nevertheless, it remains a conjecture that a model incorporating random level shifts in variance can explain the data well and produce reasonable forecasts. We show that a very simple stochastic volatility model incorporating both a random level shift and a short-memory component indeed provides a better in-sample fit of the data and produces forecasts that are no worse, and sometimes better, than standard stationary short and long-memory models. We use a Bayesian method for inference and develop algorithms to obtain the posterior distributions of the parameters and the smoothed estimates of the two latent components. We apply the model to daily S&P 500 and NASDAQ returns over the period 1980.1-2005.12. Although the occurrence of a level shift is rare, about once every two years, the level shift component clearly contributes most to the total variation in the volatility process. The half-life of a typical shock from the short-memory component is very short, on average between 8 and 14 days. We also show that, unlike common stationary short or long-memory models, our model is able to replicate keys features of the data. For the NASDAQ series, it forecasts better than a standard stochastic volatility model, and for the S&P 500 index, it performs equally well.

Different stochastic volatility models have been proposed in the past to account for both these correlations. However, in these models, the decay of the correlations is exponential, with a single time scale for both the volatility and the leverage correlations, at variance with observations. We extend the linear Ornstein-Uhlenbeck stochastic volatility model by assuming that the mean reverting level is itself random. We find that the resulting three-dimensional diffusion process can account for different correlation time scales. We show that the results are in good agreement with a century of the Dow Jones index daily returns (1900-2000), with the exception of crash days.

Book excerpt: Chan, Karolyi, Longstaff, and Sanders [1992] find no evidence that the October 1979 change in Federal Reserve operating policy resulted in a once-and-for-all deterministic break in the behavior of short term riskless interest rates. In contrast, we provide evidence of such a regime shift even after allowing the volatility of interest rate changes to depend on the level of interest rates. However, rather than modeling this regime shift as a permanent event with no further shifts possible, it is more realistic to model the change in regimes itself as a random variable. Accordingly, we put forward a stochastic volatility interest rate model which generalizes previous specifications of interest rate dynamics and allows testing for stochastic regime shifts. This Markov regime shifting model provides a more accurate description of the behavior of U.S. short term riskless interest rates. We also consider a specification that allows interest rate volatility to follow a diffusion process and we provide a statistically efficient integration-based filtering procedure to estimate its parameters. Given U.S. short term riskless interest rate data, we cannot statistically distinguish between these alternative models. In either case, once the stochastic nature of interest rate volatility is taken into account, we find little or no evidence of a deterministic structural break in corresponding stochastic volatility interest rate dynamics around October 1979.
