When consumers are uniformly distributed on a Hotelling line, equilibrium prices are equal to marginal costs if and only if the demand of the marginal consumer is equal to the average demand. Entry fees are socially optimal in a symmetric equilibrium if all consumers participate in the market. In comparison with uniform pricing, two-part tariffs tend to have lower prices, higher profits and social welfare. In the logit model, marginal cost pricing holds but entry fees are higher than the social optimum. Two-part tariffs also lead to lower aggregate net consumer surplus but higher profits than uniform pricing.

Book excerpt: Multi-part tariffs, such as menus of two-part tariffs and three-part tariffs, are widely used in industry, especially for pricing of information goods, online services, telecommunications products, etc. This paper examines the effectiveness of these price structures for price discriminating between heterogeneous customers. We show that a relatively small menu of three-part tariffs (3PTs) can be more profitable and, sometimes, socially more desirable than a larger menu (more items) of two-part tariffs (2PTs). Often, a single three-part tariff can beat a menu of multiple two-part tariffs. Moreover, this 3PT menu has lower hidden costs - it can be designed with less information about consumer preferences, relative to the menu of two-part tariffs. The 3PT structure not only produces higher profit, but has lower managerial and decision complexity.

In the case of homogeneous consumers, Harrison and Kline (2001) showed that the equilibrium involves marginal cost pricing and that increased competition affects industry profit and the tariff structure solely by reducing the fixed fee. We show that firms' pricing strategies may change when we allow for demand side heterogeneity. In particular, we find that the price per unit can be either above or below marginal cost, and that the fixed fee increases with increased competition. Finally, some numerical examples show that full market coverage may arise as an equilibrium feature in cases where a monopolist would exclude low-demand types. Hence, fostering competition may contribute to the fulfillment of the Universal Service requirement that is common in industries such as telecommunications, which applies nonlinear pricing on a normal basis.

Book excerpt: In many service industries, firms introduce three-part tariffs to replace or complement existing two-part tariffs. As opposed to two-part tariffs, three-part tariffs offer allowances, or “free” units of the service. Behavioral research suggests that the attributes of a pricing plan may affect behavior beyond their direct cost implications. There is evidence that customers value “free” units above and beyond what would be expected based on the change to their budget constraint. Nonlinear pricing research, however, has not considered such an effect. We consider a market where three-part tariffs were introduced for the first time. We analyze tariff choice and usage behavior for customers who switch from two-part to three-part tariffs. We find that switchers significantly “over-use” compared to their prior two-part tariff usage. They attain a level of consumption that cannot be explained by a shift in the budget constraint. We estimate a discrete-continuous model of tariff choice and usage that accounts for the valuation of “free” units. Our results show that 83.9% of three-part tariff users value minutes on a three-part tariff more than they would on a two-part tariff. We derive recommendations for how the provider can exploit these insights to further increase revenues.

Book excerpt: Service providers often offer tariff structures with several two-part tariffs that consist of a fixed fee and a usage price, such that consumers may pick the tariff they prefer. Prices of tariffs have significant impacts on service providers' profit, because they simultaneously influence consumers' tariff choices and their usage. The number of tariffs also plays an important role, because more tariffs segment the market better but also increase the administrative burden and require more marketing effort. This article presents a mixed-integer nonlinear programming optimization problem to determine profit-maximizing tariffs; compares several heuristic search methods, in particular, the gradient method, stochastic search, and simulated annealing, to solve this problem; analyses the profitability of different tariff structures; and outlines the factors that drive differences in profitability across various tariff structures. The results show that especially for large samples of more than 100 consumers, simulated annealing performs best and deviates only 0.2% from the optimum. Structures with fewer two-part tariffs are generally sufficient, because additional two-part tariffs only negligibly increase service providers' profit.
