Book excerpt: This thesis comprises three chapters that contribute to the fields of industrial organisation and international trade. The first chapter presents an application of network games to modelling the complex market structures in spatial competition, the second chapter studies how various sources of value added in China’s exports to the US affect employment in import competing sectors, and the third chapter reveals how the use of services in these sectors attenuates the employment effects of import competition. Although they follow different methodologies - the first chapter is applied theory and the latter two are empirical - the chapters have in common an underlying network structure to economic interactions, be it competitive relationships or inputoutput linkages, that shapes the outcomes of various forms of competition, spatial competition between firms and competition due to exposure to international trade. The first chapter models complex market structures as networks based on geographic or product space proximity. Firms set prices given the information they have of the network structure. I study how the network structure and firms’ knowledge of the network structure jointly determine equilibrium pricing behaviour. The second chapter studies the relationship between increased trade with China bilateral trade flows allows to differentiate between effects of Chinese and third country drivers of the trade shock. We find that the negative labour market effects of imports are not driven by GVC integration and have greatly diminished by now. Evolving Chinese comparative advantage has extended the adjustment period. We contribute a novel trade exposure measure that accounts for exposure faced by upstream industries. The third chapter presents evidence that the use services inputs by manufacturing industries attenuates the impact of import competition. Potential mechanisms for this finding are explored, revealing significant heterogeneity across different services.

In this chapter, Robert Johnson and I combine input-output and bilateral trade data to compute the ratio of value added to gross exports (VAX ratio), which is a measure of the intensity of production sharing. We find that across countries, export composition drives VAX ratios, with exporters of Manufactures having lower ratios. Across sectors, the VAX ratio for Manufactures is low relative to Services, primarily because Services are used as an intermediate to produce manufacturing exports. Across bilateral partners, VAX ratios vary widely and contain information on both bilateral and triangular production chains. We find that bilateral production linkages, not variation in the composition of exports, drives variation in bilateral VAX ratios. Finally, bilateral imbalances measured in value added differ from gross trade imbalances. Most prominently, the U.S.-China imbalance in 2004 is 30-40% smaller when measured in value added. Chapter 2 studies how international trade flows respond to changes in trade costs. An extensive literature uses gravity equations to estimate the trade cost elasticity of trade flows. This chapter shows that the standard estimation of the gravity equation is biased because it ignores that a large share of international trade is in intermediate rather than final goods. Final and intermediate goods trade flows respond differently to changes in trade costs and not distinguishing between them leads to an underestimation of the overall trade cost elasticity in absolute value of 39% on average. The magnitude of the bias is strongly correlated with the degree of production sharing: countries whose imports contain relatively low value added from the direct exporter have relatively large negative biases; that is, their true trade cost elasticity is significantly larger in absolute value than when not accounting for production sharing. Chapter 3 explores the evolution and determinants of production sharing patterns and trade costs over 1995-2005. Following the methodology from Chapter 1, I construct a panel dataset of annual bilateral value added flows for 39 countries and a rest of the world region and eight sectors. I show that the VAX ratio declined by 8% on average between 1995 and 2005, and that this is mostly due to an increase in production sharing in the manufacturing sector. I derive micro-founded, comprehensive measures of bilateral trade costs for final and intermediate goods and show that both types of trade costs decreased steadily over the period, with intermediate goods trade costs being significantly lower than final goods trade costs. I also find evidence that intermediate goods trade costs are less responsive to free trade agreements and tariffs, suggesting that hard-to-measure trade costs such as communication and coordination costs are an important determinant.

The first essay examines the determinants of trade based on global production sharing (network trade) by building a theoretical framework and empirically testing it using a panel dataset. Over the past four decades, network trade has grown at a much faster rate than total world manufacturing trade. Identification of the determinants of this emerging trade pattern is, therefore, important for informing trade policy debates. The model used in the empirical analysis captures a number of important explanatory variables ignored in the previous literature. A range of panel data estimation techniques is used in the model. The results suggest that technology, institutions and macroeconomic stability all play a significant role in determining inter-country differences in network trade. The paper concludes with a discussion on the challenges for policy makers in their attempt to reap gains from global production sharing. The second essay studies the transmission of exchange rate changes into import prices (exchange rate pass-through) in the presence of global production sharing. The chapter builds and simulates a model, which postulates that exchange rate pass-through is lower for network trade compared to final goods trade. It is hypothesised that trade in parts and components, within network trade, is relatively sheltered from exchange rate movements because network trade is largely 'relationship-specific,' including intra-firm trade. Empirically, exchange rate pass-through is examined using a new dataset of manufacturing import prices compiled from the trade price database of the US Bureau of Labour Statistics. The findings indicate that the degree of exchange rate pass-through into the import prices of parts and components is considerably lower than that for import prices of final goods. The third essay examines patterns and determinants of global production sharing with an emphasis on how Australian manufacturing fits into global production sharing. Though Australia is a minor player in global production sharing, there is evidence that Australian manufacturing has a distinct competitive edge in specialized, skill-intensive tasks in several industries including aircraft, medical devices, machine tools, measuring and scientific equipment and photographic equipment. Specialization within global production sharing in high value-to-weight components and final goods, which are suitable for air transport, helps Australian manufacturing to overcome the 'tyranny of distance' in world trade. Institutions and technological base give Australia a competitive edge within global production sharing. The last essay examines the impact of inequality and poverty on economic growth. Recent research has highlighted a negative impact of inequality on economic growth. The paper re-evaluates this hypothesis, focusing on both inequality and poverty and their interaction. The paper initially replicates previous results, showing that inequality has a negative impact on growth. However, it is shown that after taking into account both inequality and poverty, the negative effect of inequality on growth appears to be concentrated amongst countries with high poverty. This finding makes a case for policies targeted towards alleviating poverty, rather than policies that redistribute without addressing absolute poverty.

Book excerpt: This dissertation is composed of three self-contained chapters on international trade and economic development, with a special focus on the involvement of the government or public-funded sectors. The first chapter investigates international trade of higher education, specifically its impact on native students and native workers in the exporting country. Theoretically, I show that, in a general equilibrium model with non-profit publicly-subsidized higher education providers (HEPs) that care about both education quality and the enrollment of native students, serving foreign students may improve natives' access to higher education, which eventually benefits all native workers. Empirically, I find that, during the period 2001 to 2007, the enrollment of one more foreign student in an Australian university leads to the enrollment of around 0.75 more native students in this university. The impact is identified using an instrumental variable, generated from the interaction between demand for Australian higher education from different countries during the sample period and student networks these countries had in different Australian HEPs during 1989 to 1994. The second chapter studies commercial development in the presence of economic agglomeration of commercial goods and services, a result of consumers' love of varieties and transportation costs associated with commercial consumption. I show that a low-income community may be under-served with commercial goods and services because a developer cannot capture all the profits of a commercial project. A block grant to a developer can solve the market failure and generate a total profit bigger than the grant. Employment tax abatements alone are much less effective and much more costly. The third chapter examines the long-run impact of trade in higher education. In an overlapping generation (OG) model with a higher education sector composed of non-profit research institutions and for-profit teaching institutions, I show that importing teaching services benefits low-ability individuals by increased number of research workers in production, and that it may also benefit high-ability individuals by providing better training to skilled workers to complement research workers.
