Book excerpt: This dissertation comprises three essays on industrial organization. The first essay studies how product-level entry and exit decisions impact business and public policy analysis. It provides an empirical model that incorporates these decisions and then estimates it in the context of the commercial vehicle segment of the US automotive industry. Finally, it demonstrates the importance of accounting for product-level changes using the $85 billion decision to rescue two US automakers in 2009. The second essay studies how two period strategies perform relative to Markov perfect strategies in discrete dynamic games. In particular, it considers a simple entry/exit game and shows that agents sacrifice very little in terms of expected discounted payoffs when they employ these simpler strategies. It also shows this result is robust to varying the underlying market characteristics. The third essay estimates the causal impact of research expenditures on scientific output. Unexpected college football outcomes provide exogenous variation to university funds, and in turn, research expenditures in the subsequent year. Using this variation, it estimates the dollar elasticity of scholarly articles, new patent applications, and the citations that accrue to each.

After the introduction and the literature review, I present two different models that highlight how the degree of substitutability between differentiated products on a market affects a new entrant's entry decisions. I further extend the benchmark model to discuss the implications of the government trade policy on the competition strategies. The last chapter investigates how the bilateral trade flows in various industries between the United States and China respond to Yuan/Dollar exchange rate fluctuations and a few other key variables. In the second chapter, I extend the Singh and Vivies (1984) model and the Hackner (2000) model by allowing for a multi-product duopoly, a domestic incumbent and a foreign entrant, with asymmetric costs in producing two differentiated products: high- and low-quality. If they engage in Cournot competition, in the subgame perfect Nash equilibrium, the foreign entrant will choose to supply both products when two varieties are more heterogeneous. If two varieties are more homogeneous, the foreign entrant tends to supply only one product. After extending the model to consider the tariff imposed on foreign imports, the simulation results suggest that, to increase domestic welfare, the government should allow cost-effective foreign entrants to enter, but keep cost-ineffective ones out of the domestic market. In the third chapter, I provide a thorough analysis of the Bertrand model with a setup that is similar to the Cournot model. When firms compete on prices, the SPNE differs significantly from that of the Cournot model. Depending on the relative marginal cost between two firms, there are circumstances under which the foreign entrant would choose to only enter into the low- or the high-quality market regardless of the degree of substitutability between two varieties. Furthermore, when the domestic government imposes a tariff on the foreign imports, the foreign entrant's entry decision changes with the tariff level. In the last chapter, unlike the existing literature which mainly look at the relationship between the exchange rate and the trade balance at the aggregate level, I attempt to investigate the short-run and the long-run impact of the Yuan/Dollar exchange rate on the US trade balance at the commodity level using a new methodology, the Autoregressive Distributed Lag Bounds Testing approach. As most articles found no short-run and long-run relationship between the exchange rate and the trade balance at the aggregate level ("aggregation bias"), I argue that different commodities may respond to the exchange rate fluctuations differently. Therefore, this study would offer us a better understanding on which US industries are more vulnerable to the Yuan/Dollar exchange rate fluctuations and which ones are strong players against Chinese competitors. In addition, I further explore other possible contributors to the US trade deficit such as income levels, China FDI inflow, and the US FDI outflow.

Book excerpt: This dissertation consists of three essays in the areas of Industrial Organization and Firm Dynamics and Trade, examining the interaction between firms' decision-making and government policies in determining market outcomes and the welfare consequences.The first chapter studies how upstream market concentration and demand risk affect downstream firms' outsourcing decisions. Firms' boundary decisions are one of the most fundamental issues in economics. I focus on the volatile automobile industry and study how firms can use outsourcing to insure themselves against the demand risk. I formulate a structural model in which outsourcing allows the downstream firms to hedge the uncertain in-house production cost and upstream firms exploit downstream's insurance motive by exerting market power. I estimate the model using data on the vehicle manufacturers and upstream transmission firms in the automobile industry. In the counterfactual analysis, I evaluate the potential impact of the United States-Mexico-Canada Agreement. When the upstream market is more concentrated due to the protection of the local firms, upstream's price response to a negative shock further increases by 68%. An increase in upstream market power attenuates upstream's role of insurance and amplifies the impact of economic downturns on consumer welfare and manufacturers' profit by 65%. My paper highlights a previously overlooked welfare loss channel of market power, especially in industries heavily affected by the business cycles. In the second chapter, I analyze the impact of trade policies on firm dynamics and the labor market. I construct a demand system with the production function to purge out the price effect in productivity measures based on sales data. It allows me to separate the firm-side physical productivity gain from the demand-side impact of trade liberalization. I use my new physical productivity measure to analyze the effect of the processing trade policies prevalent in developing countries. Required by the policy, firms import duty-free intermediate input from abroad but are forced to reexport their final products. Though firms with high productivity enter the export market, I find firms with productivity lower than non-exporters become pure processing trade firms and export as well. In addition, their productivity gains from the input tariff reduction and exporting are much smaller compared with the other exporting firms. In the third chapter, my coauthor and I study the geographic concentration of entrants and capitalists in the US. We first document that VC investment is elastic to local vintage capital, and we propose that local vintage capital supply is an essential determinant of this spatial concentration and co-location decision. We develop a model by linking the motives of co-locating by entrants and capitalists via a core feature of vintage capital reallocation toward young firms mediated by venture capital. Since a vintage capital market with abundant supply can lower the capital cost and thus increase the profits, VC investments are attracted due to higher expected returns. This, in turn, encourages entrepreneurship and leads to a selection-induced agglomeration effect. A larger city intensifies such allocative forces and thus amplifies the agglomeration effect, which ultimately makes the city further attractive to VC investment relative to others.
