Book excerpt: The purpose of this report is to review the evidence on the profitability of technical analysis. The empirical literature is categorized into two groups, quot;earlyquot; and quot;modernquot; studies, according to the characteristics of testing procedures. Early studies indicated that technical trading strategies were profitable in foreign exchange markets and futures markets, but not in stock markets before the 1980s. Modern studies indicated that technical trading strategies consistently generated economic profits in a variety of speculative markets at least until the early 1990s. Among a total of 92 modern studies, 58 studies found positive results regarding technical trading strategies, while 24 studies obtained negative results. Ten studies indicated mixed results. Despite the positive evidence on the profitability of technical trading strategies, it appears that most empirical studies are subject to various problems in their testing procedures, e.g., data snooping, ex post selection of trading rules or search technologies, and difficulties in estimation of risk and transaction costs. Future research must address these deficiencies in testing in order to provide conclusive evidence on the profitability of technical trading strategies.

Additionally, relevant research on profitability up to 2023 will be presented and summarized, highlighting major findings in the context of profitability following technical trading rules. The contribution to current research is made by testing the profitability of popular technical analysis strategies and discussing the underlying reasons for any observed profitability. Furthermore, a separate analysis will be conducted, applying four technical analysis strategies to the S&P 500 time series from 2005 to 2023. This thesis shows that none of the, in selected literature deemed profitable, trading strategies applied by Marshall (2017), Kuang et al. (2014), and Brock et al. (1992) are outperforming a S&P 500 buy-and-hold strategy between 2005 and 2023. Robustness checks such as break-even transaction cost analysis show that only two moving average variation strategies are profitable at the 20 basis points transaction cost level. Neglecting this influence of transaction costs, only one of these strategies’ returns are greater than those of a buy-and-hold strategy, though still of unsignificant nature. Nevertheless, technical analysis strategies exhibit superior performance in terms of Sharpe ratio compared to the buy-and-hold approach. This is primarily due to this thesis’ assumption of investing in risk-free treasury bills when not allocated to the S&P 500 index.

In practice, however, traders actively use technical analysis to make investment decisions which makes this an important, but often neglected, area for study. This thesis includes four empirical chapters, which provide important evidence on the profitability of technical trading. The results from the detailed analysis undertaken in this thesis have broad relevance to both academics and those in the investment community. Existing research has been predominantly confined to evaluating basic technical trading rules, such as moving averages. Crucially, this ignores chart patterns. Widely employed by practitioners, such patterns form a vital part of technical analysis. As the most important price pattern, the head and shoulders pattern is subjected to detailed and thorough examination in this thesis. A significant contribution is made by evaluating formations recognised and used by traders, in sharp contrast to limited existing studies. Furthermore, a new method is developed to establish how quickly profits from a head and shoulders strategy decay, which has important implications for traders. Existing research has identified both reversal and relative strength effects in financial asset returns. A key separator between these two findings is the formation and holding time over which portfolios of winners and losers are evaluated. Motivated by this, a very large sample of ultra high-frequency data is used to investigate intraday momentum and reversal effects. As well as being an important contribution to research in this field, the results are, once again, of relevance to practitioners. The need for further research into technical analysis is clearly demonstrated by point and figure charting. Whilst traders have made consistent use of the technique for around a century, the amount of existing research is extremely small. Point and figure has attractive data filtering properties, clear trading rules and is particularly suited to intraday technical analysis. Again, using a very large sample of high-frequency data, a detailed evaluation of the profitability of a point and figure trading strategy is undertaken.

Pearson correlation and regression analysis suggests that there is some association (rho = 26%) between the profitability of trading rules and the Hurst exponent. However, the fact that many of the trading rules were profitable in markets with low H suggests that the trading rules are able to generate useful information by processing past prices into a more informative trading signal than that provided by the random-walk model.
