Book excerpt: At present a near consensus exists among social scientists that there is a trade-off between economic growth and poverty reduction. The responsiveness of poverty to economic growth is expressed in terms of growth-elasticity of poverty which is said to be an increasing function of aggregate level of development and decreasing function of inequalities in income. There exist wide differences among the Indian states in terms of the magnitude of growth-elasticity of poverty. The change in income inequality does not seem to have any significant influences on the magnitude of growth-elasticity of poverty. On the other hand, poverty reduction is highly correlated with levels of human development, infrastructure development, and government development expenditure.It is the differences in the development indicators which explain why some states could achieve high poverty reduction with low economic growth, while others could achieve low poverty reduction with high economic growth, and why in spite of identical rates of economic growth extent of poverty reduction differed among the states.

The paper finds evidence that not only the size of economic growth but also its composition matters for poverty alleviation, with the largest contributuons from labor-intensive sectors (such as agriculture, construction, and manufacturing). The results are robust to the influence of outliers, alternative explanations, and various poverty measures.

However, this dominant hypothesis offers few alternatives for economies that are unable to grow, or in places where economic growth fails to reduce or actually exacerbates poverty. In Small Works, John A. Donaldson draws on his extensive fieldwork in two Chinese provinces—Yunnan and Guizhou—that are exceptions to the purported relationship between economic growth and poverty reduction. In Yunnan, an outward-oriented developmental state, one that focuses on large-scale, urban development, has largely failed to reduce poverty, even though it succeeded in stimulating economic growth. Provincial policy shaped roads, tourism, and mining in ways that often precluded participation by poor people. By contrast, Guizhou is a micro-oriented state, one that promotes small-scale, low-skill economic opportunities—and so reduces poverty despite slow economic growth. It is no coincidence that this Guizhou approach parallels the ideas encapsulated in the "scientific development view" of China's current president Hu Jintao. After all, Hu, when Guizhou's leader, helped establish the micro-oriented state in the province. Donaldson’s conclusions have implications for our understanding of development and poverty reduction, economic change in China, and the thinking behind China's policy decisions.

When economic growth is measured by GDP per capita, the statistical relationship between growth and poverty reduction is still present, albeit not quite as strong.Economic growth reduces poverty because growth has little impact on income inequality. In the data set income inequality rises on average less than 1.0 percent a year. Since income distributions are relatively stable over time, economic growth tends to raise incomes for all members of society, including the poor. When growth is measured by survey mean income (consumption), the elasticity of poverty with respect to growth is -2.59. In other words, on average, a 10 percentage point increase in economic growth (measured by survey mean income) will produce a 25.9 percent decrease in the proportion of people living in poverty ($1 a person a day).This paper - a product of the Poverty Reduction Group, Poverty Reduction and Economic Management Network - is part of a larger effort in the network to better inform policy debates about economic growth, poverty, and inequality.

The study also finds that quality of growth, civil conflict, HIV/AIDs, civil and institutional freedom, and island economies are important control variables that help explain the variability of poverty across Africa. A country's latitude is not found to be a significant factor explaining life expectancy or infant mortality rates, though it is a significant factor explaining gross primary school enrollments.

Moreover, we show that very high inflation is associated with a higher elasticity of the poverty rate to economic downturn, but at lower inflation, there is no relationship between inflation and the elasticity of the poverty rate to growth or recession. Trade openness and changes in the terms of trade explain part of the elasticity of the poverty rate to economic downturn.

Trade openness has important positive spillovers on other aspects of reform, however, so that the correlation of trade with other pro-reform policies speaks to the advantages of making openness a primary part of the reform package.
