Moreover, the role of accruals in cash flow predictions is called into question. One of the major purposes of financial reporting consists in ensuring an informational basis that helps investors, creditors and other users of accounting data to overcome the uncertainty associated with the future cash flows of enterprises their financial activity relates to. At the same time, the accrual concept prevails in modern accounting, since it is theorized to mitigate the mismatching and timing problems of the unrefined cash ba-sis accounting. Hence, recognizing revenues and expenses in the period when they have occurred, and not when cash was received or paid out, should create a more relevant framework for decision making. The use of accrual accounting earnings as a summary measure of financial performance instead of the more primitive cash flows is therefore advocated by accounting standard setters. For instance, the Financial Accounting Stand-ard Board claims that: “Information about enterprise earnings and its components measured by accrual accounting generally provides a better indica-tion of enterprise performance than information about current cash receipts and pay-ments”. The FASB’s statement led to a rising discussion in the financial research on whether accounting earnings provide a more reliable picture of a company’s future operating cash flows than current operating cash flows themselves do. Hence, a major implication of the above quotation refers to the incremental power of accruals and its components in predicting future cash flows beyond the one contained into current operating cash flows. This debate represents a cornerstone in evaluating the information quality offered by the accrual accounting concept.

However, whether the additional information content in the accrual components of earnings improves the internal performance measurement is an open empirical question. To shed light on this question, I examine the correlation between operating cash flows and earnings with firm's total shareholder returns. Using fixed firm effects regression methods for a large sample of German listed firms covering some 5,000 firm years, the analysis shows that generally operating cash flow and earnings are both positively correlated with total shareholder return. However, with increasing information asymmetry earnings become less correlated with the firm's stock market performance and operating cash flows dominate earnings in explaining total shareholder return (and vice versa). This applies for all measurement intervals and the relative gap between these variables is increasing as the analyzed measurement interval is expanded. The findings also indicate that using decomposed cash flow variables is highly beneficial in comparison to aggregated ones, especially when analyzing longer time intervals. Book excerpt: In this paper, we examine the relative information content of two cash earnings measures (earnings with amortization of intangibles added back and earnings before interest, taxes, depreciation, and amortization), one traditional accrual accounting earnings measure (earnings before extraordinary items), and one traditional cash flow measure (cash flow from operations). Our research is motivated by the increasing use of these cash earnings disclsoures and the perceived additional value they provide. Overall, we find results consistent with previous research that nothing beats accrual earnings in its ability to explain market-adjusted returns. In addition, and again consistent with prior literature, we find that as each measure moves further away from accrual accounting earnings and closer to cash flows, the explanatory power of the measure decreases. We do find, however, that the information content rank ordering of our four measures reverse when we perform our tests on only firms' loss-year observations, although there is no statistical significance between the measures in their relative information content. We further explore the loss-year sub-sample by examining cases in which the loss includes a large amortization charge. Within this sub-sample, the cash flow measures dominate. In fact, each of the two cash earnings measures provides significantly greater information content than does accounting earnings. The provides evidence that these disclosures may have value in certain settings.
