This book attempts to place the practice of risk management within organizations into a broader context, looking as much at why we try to manage risk as how we try to manage risk. In doing so, it challenges two significant trends in the practice of risk management: • The treatment of risk management primarily as a compliance issue within an overall corporate governance narrative; and • The very widespread use of qualitative risk assessment tools (“heat maps” etc.) which have absolutely no proven effectiveness. Taken together, these trends have resulted in much attention being devoted to developing formalized systems for identifying and analyzing risks; but there is little evidence that this is driving practical, cost-effective efforts to actually manage risk. There appears to be a preoccupation with the risks themselves, rather than a focus on the positive actions that can (and should) be taken to benefit stakeholders. In this study we examine risk management at enterprise level (Enterprise Risk Management or ERM), the effectiveness of audit & risk committee and the relation of ERM implementation to firm performance and firm value for a sample of S&P/ASX200 companies. ERM is the focus of all strategic management efforts as it gives a long run competitive advantage to businesses. Prior studies show mixed evidence on the performance effects of ERM for companies. Though various committees (e.g. COSO) and corporate governance councils (e.g. ASXCG Council) recommend firms to adopt ERM, its implementation and resulting benefits are inadequate. Prior literature on corporate governance supports the view that stronger governance mechanisms are needed for an effective implementation of management strategies. Following this, we test the effectiveness of the board in risk management implementation. Here we test the audit and risk committee effectiveness of our sample firms, using independence, power, size, and expertise of directors in the committee and compliance level of firms as the core stimulating factors of effectiveness, and the influence of effective committees on firm performance and firm value. Though our results show negative impact of ERM on firm performance and firm value, for firms with effective audit and risk committees, ERM implementation has positive and significant outcome on firm performance and value. There is evidence that the firms have increased awareness of the benefits of effective risk management after the financial crisis period compared to the pre-crisis period. Our results present further evidence that for firms with effective committees, this positive impact on firm value is pronounced more in the period after the recent global financial crisis.

Book excerpt: Evidence from research in psychology and auditor judgment has shown that perceptions that form early in a sequential judgment process can influence subsequent judgments. Auditing Standard 12 requires auditors to identify fraud risk factors and assess the risk of fraud as part of the process of assessing overall misstatement risk. While it is expected that fraud risk assessments should have a bearing on overall risk assessments, it is possible that perceptions formed from assessments of fraud risk can negatively affect the evaluation of any evidence reviewed thereafter. Because different classes of transactions may be affected by fraud risk factors in different ways, fraud risk assessments may differ across classes of transactions. These differences may make subsequent auditor judgments susceptible to the contrast effects bias, where subjects overreact to the differences such that the fraud risk assessments influence auditor judgment more than they should. This study examines whether auditors who learn that fraud risk is low for one class of transactions immediately after examining a class of transactions that has high fraud risk, can overreact to the contrast such that they reduce their sensitivity to evidence that suggests increased misstatement risk. The study also examines whether these contrast effects can be mitigated by acquiring information about fraud risk assessments later in the sequence of evidence, after auditors have reviewed and assimilated evidence related to other risks. The study finds that, as predicted, auditor judgments are influenced by contrast effects. Auditors who examined classes of accounts for which fraud risk assessments were different were less sensitive to evidence suggesting increased risk in accounts that had been identified as having low fraud risk. However, contrary to predictions, these contrast effects were not mitigated by evidence order.
