Book excerpt: With fiscal adjustment proceeding quickly in Bulgaria and given the weak economic growth environment, there is keen interest in making the budget composition more growth friendly. This paper quantifies the short-term impact of fiscal policy on economic activity in Bulgaria using econometric and model-based approaches. While fiscal multipliers have been modest in the past, as can be expected in a small open emerging economy, the effect on output is not independent of the speed of adjustment and the specific consolidation measures used. The impact of fiscal policy on economic activity is larger in downturns than in expansions and capital spending and direct taxes are associated with the largest effects on output, while non-targeted government transfers and indirect taxes are associated with a smaller impact. The results suggest that increased capital spending financed by higher indirect tax revenue collections through base broadening has sizeable growth effects over the medium and long-term.

Book excerpt: This is the first public expenditure and institutional review on Bulgaria by the World Bank. The objective of this study is to outline public expenditure issues and policy directions to improve the efficiency and effectiveness of pubic expenditures in Bulgaria. It assesses fiscal sustainability and analyzes the efficiency and effectiveness of public expenditures and their institutional framework. Bulgaria has made substantial progress toward long-term macroeconomic stablility. Growth has been re-established, per capita income has improved, inflation has remained low, poverty has been reduced, and the external debt to GDP ratio has declined. Furthermore, the share of the private sector in the economy is increasing, major regulatory reform is underway, the banking sector is on more solid footing, and energy pricing reforms are improving efficiency, and reducing the fiscal burden. But challenges remain in the five sectors looked at - education, health, social protection, the state railways and energy sectors.

Book excerpt: The enhanced Stability and Growth Pact calls on euro area members and aspirants to set boundaries to fiscal deficits through high-level legislation. A limit on the deficit, such as the deficit ceiling in Bulgaria's organic budget law, serves to protect solvency. The recent crisis clearly indicated that the key challenges are not only to contain the deficit but also to avoid a procyclical stance during upswings and to build a buffer for rainy days. Ideally, fiscal policymaking is guided by a fiscal rule that adapts through the economic cycle. This paper lays out the objectives of fiscal rules and analyzes how these objectives can be met in Bulgaria through either a growth-adjusted balance rule or an expenditure rule complemented by a deficit ceiling.

Book excerpt: The staff report for the Second Review Under the Stand-By Arrangement and Requests for Waiver of Performance Criteria highlights Bulgaria’s economic growth, fiscal policy, and reforms. The economic program for 2006 relies on fiscal and credit restraint to rein in demand and strengthen the balance sheets of government and banks, and on structural reforms to stimulate supply. Quarterly credit growth limits and higher penalties for exceeding them are expected to help ensure achievement of this target. Measures to slow down household credit should additionally contribute to current account adjustment.

Book excerpt: The IFC's new Global Agriculture Series features sectoral presentations of industry trends with specific emphasis on the developing countries. The series highlights the increasing importance of developing countries in the world economy as rapidly expanding markets and as competitive production bases. The information reported underlines the strong production assets of those countries and illustrates the investment opportunities this creates. To profile the high-growth poultry industry, the first volume in this series draws on intelligence collected from various public and private sources, including IFC client companies in numerous countries. Consumption of poultry meat has been growing at an exceptional rate over the past decade, spurred by the dietary benefits of this food and an attractive price relative to other meats. Its evolution in recent years epitomizes the emergence of developing countries as global competitors in the agribusiness sector. This report estimates that annual world consumption might grow by another 15-18 million tons by the end of the decade, making poultry the most popular meat in the world. This growth should support additional investments of roughly US$2 billion during this period, including US$0.7 to $0.9 billion for growers' production facilities and US$1 to $1.2 billion for integrators' production facilities. Estimates project that much of this investment will be undertaken in developing countries. The report presents an overview of the poultry production system and the key players in the supply chain, the global poultry market and regional production patterns, the main determinants of competitive advantage in this sector, and an analysis of international trade flows. The final chapter reviews the role of public policies in changes in consumption, production, and trade. Additonal features include color photos, charts, and tables

Important areas where Bulgaria meets the code include the consistent use of the consolidated general government as the basis for fiscal policy and reporting; and clear articulation of fiscal targets and rules. The capacity of the Minister of Finance, under the terms of the current organic budget law, to authorize additional discretionary spending in the event of revenue overperformance, is problematic because it reduces fiscal transparency and also accountability to the parliament.

Book excerpt: This Selected Issues paper reviews recent developments in growth and employment in Bulgaria and highlights key constraints to growth suggested by cross-country competitiveness studies. Bulgaria’s GDP has grown substantially since economic and financial stabilization in 1997. The global economic crisis had a major effect on Bulgarian growth and employment. After falling by 51⁄2 percent in 2009, real GDP has grown at a low rate, and by 2012 real GDP was still 3 percent short of its 2008 level. However, employment growth was negative during 2009–2012, and the first small uptick occurred only in 2013.

Book excerpt: This Selected Issues paper investigates the role of debt overhang in explaining weak nonfinancial corporate (NFC) investment in Bulgaria using firm-level data. The study confirms a negative association between measures of debt overhang and investment for Bulgarian NFCs using firm-level data. Bulgaria’s NFCs are the most leveraged among new member states. The findings suggest that high NFC debt overhang could be an important drag on investment. While credit demand is likely to pick up in line with economic activity, high NFC indebtedness could continue to stand in the way of corporate credit recovery. A possible direction for future work is to investigate the existence of different investment cycles across business activities/sectors, and their role in explaining the identified negative relationship. Policies that help reduce the corporate debt overhang could help boost credit and growth. Policy initiatives such as an efficient corporate debt restructuring framework and tax measures could help corporate deleveraging. The findings suggest that high corporate debt could be an important drag on investment.

Book excerpt: Government tax policy has a profound effect on the temporal composition and on the intertemporal evolution of the macro economy. In contemporary terms it must allow non-inflationary financing of the proper functions of government. The main function of a tax system is to raise enough revenue to cover government expenditures without excessive reliance on domestic and foreign borrowing or money creation. It should avoid disincentives for productive economic activity, especially capital formation. The role of taxes in any market economy that we are striving to build is also to regulate it. What is more, such a category as tax law does not exist in pure terms. On the contrary, tax principles are connected with phenomena and operations that can be carried out even without any taxation, but these tax principles form in different ways these phenomena and operations. The life of a tax law is not only logic but experience as well because every tax has inevitable regulation effects in the economy. To implement a tax on a certain operation means to a great extent to discourage its accomplishment. The relief will have the opposite effect. The definition of the responsibilities must be clear and according to the law. The rules of the game must be exactly defined in order to favor business activity in the country. It is important for such a tax system to be set that will satisfy the necessities in the long term. Looking after someone's interests can cause unsuitable policies and will restrict future reforms. The Bulgarian tax reform, although pronounced from the beginning of the transition towards market economy, has not started yet, and this has a profound effect on the whole economic development of the country itself. The new democratic government that came to power a few months ago again stated its intention for reforming the tax system in a real market-oriented way. The reform itself should be directed in two major ways--reformation and establishment of new tax laws based on new tax philosophy and principles, using taxes as a regulative lever for economic regulation, and reformation of the tax collective system. The latter must be by lowering the transaction costs of taxation and by decreasing the tax avoidance possibilities.

Over the last six-month period, Bulgaria’s macroeconomic stability has strengthened further. However, political pressures have made it more challenging to maintain a prudent and flexible fiscal policy and have weakened the momentum of structural reforms. Bulgaria has had a commendable performance in 2002, and the IMF staff supports the authorities’ request to complete the second program review under the SBA.

The response of fiscal policy to these risks has been adequate. Plans to increase reliance on state enterprises to carry out public sector activities are worrying. The government has taken the right approach to addressing the rapid growth in private sector credit. Bulgaria has made good progress on its structural reform agenda, but an intensified effort is required to help deal with greater macroeconomic risks.

The government's fiscal policy has underpinned recent economic success, and pressures to loosen such policies should be resisted. Fiscal reforms have progressed, but momentum needs to be maintained for some time to come. Robust growth can be sustained over the medium term only with a revitalization of structural reforms. The rapid growth in credit to the private sector is welcome, but presents challenges.
