Book excerpt: In this paper, we consider the yet-uncharted assortment optimization problem under the Exponomial choice model, where the objective is to determine the revenue maximizing set of products that should be offered to customers. Our main algorithmic contribution comes in the form of a fully polynomial-time approximation scheme (FPTAS), showing that the optimal expected revenue can be efficiently approached within any degree of accuracy. This result is obtained through a synthesis of ideas related to approximate dynamic programming, that enable us to derive a compact discretization of the continuous state space by keeping track of several key statistics in "rounded" form throughout the overall computation. Consequently, we obtain the first provably-good algorithm for assortment optimization under the Exponomial choice model, which is complemented by a number of hardness results for natural extensions. We show in computational experiments that our solution method admits an efficient implementation, based on additional pruning criteria.Furthermore, we conduct empirical evaluations of the Exponomial choice model. We present a number of case studies using real-world data sets, spanning retail, online platforms, and transportation. We focus on a comparison with the popular Multinomial Logit choice model (MNL), which is largely dominant in the choice modeling practice, as both models share a simple parametric structure with desirable statistical and computational properties. We identify several settings where the Exponomial choice model has better predictive accuracy than MNL and leads to more profitable assortment decisions. We provide implementation guidelines and insights about the performance of the Exponomial choice model relative to MNL.

In contrast to multinomial and nested logit (the prevailing choice models used for optimizing prices and assortments), this model assumes a negatively skewed distribution of consumer utilities, an assumption we motivate by conceptual arguments as well as published work. The choice probabilities in this model can be derived in closed-form as an exponomial (a linear function of exponential terms). The pricing and assortment planning insights we obtain from the Exponomial Choice (EC) model differ from the literature in two important ways. First, the EC model allows variable markups in optimal prices that increase with expected utilities. Second, when prices are exogenous, the optimal assortment may exhibit leapfrogging in prices, i.e., a product can be skipped in favor of a lower-priced one depending on the utility positions of neighboring products. These two plausible pricing and assortment patterns are ruled out by multinomial logit (and by nested logit within each nest). We provide structural results on optimal pricing for monopoly and oligopoly cases, and on the optimal assortments for both exogenous and endogenous prices. We also demonstrate how the EC model can be easily estimated--by establishing that the loglikelihood function is concave in model parameters and detailing an estimation example using real data.

Book excerpt: We investigate analytical and empirical properties of the Heteroscedastic Exponomial Choice (HEC) model to lay the groundwork for its use in theoretical and empirical research that build demand models on a discrete choice foundation. The HEC model generalizes the Exponomial Choice (EC) model by including choice-specific variances for the random components of utility (the error terms). We show that the HEC model inherits some of the properties found in the EC model: closed-form choice probabilities, demand elasticities and consumer surplus; optimal monopoly prices that are increasing with ideal utilities in a hockey-stick pattern; and unique equilibrium oligopoly prices that are easily computed using a series of single-variable equations. However, the HEC model has several key differences with the EC model that show variances matter: the choice probabilities (market shares) as well as equilibrium oligopoly prices are not necessarily increasing with ideal utilities; and the new model can include choices with deterministic utility or choices with zero probability. However, because the HEC model uses more parameters, it is harder to estimate. To justify its use, we apply HEC to grocery purchase data for thirty product categories and find that it significantly improves model fit and generally improves out-of-sample prediction compared to EC. We go on to investigate the more nuanced impact of the variance parameters on oligopoly pricing. We find that the individual and collective incentives differ in equilibrium: Firms individually want lower error variability for their own product, but collectively prefer higher error variability for all products - including their own - because higher error variability softens the price competition.

Book excerpt: In this dissertation we study structural models of discrete choice in sequential search and price promotions settings. We give the high-level overview of the dissertation in the first Chapter. In the second Chapter, we consider a problem of optimal upselling. Upselling is a sales technique used to motivate a customer to purchase a more expensive option than the one that the customer initially chooses. When carefully implemented, it can considerably improve revenues in the hospitality industry and possibly other revenue management contexts where it has not been used yet. We propose a simple and tractable framework based on a general Random Utility Model (RUM) that employs the information about the customer's initial choice to better understand their idiosyncratic reaction to an upsell offer. For a particular RUM -- Multinomial Logit Model -- we analyze the optimal upselling strategy of a firm providing hospitality services. We first analyze the case where the firm upsells a single product to a customer. We consider both the static (single-period) problem, and the dynamic problem, where the upsell price and choice of which product to upsell depend on inventory levels. In the static setting, we characterize the optimal upsell price for any product the firm may choose to offer as an upsell item. For one important special case we also provide a recommendation on which product should be offered. We formulate the dynamic problem and show some comparative statics of the optimal upsell price. We also demonstrate how easily the problem can be solved numerically. Finally, we generalize our framework to allow the firm to offer a portfolio of upsell offers simultaneously and develop the customer choice probabilities for this case. We estimate the generalized model on a real dataset provided by our industry partner and demonstrate that it adequately explains consumer behavior. Since our framework is based on MNL, the model parameters required for computing the terms of the optimal upsell offer can be estimated by well-known techniques that practitioners already use, and the application of our method appears straightforward and scalable. In the third Chapter, we marry an analytically tractable discrete choice model with a classic model of sequential search with perfect recall. Although significant progress has been made in the literature in analyzing customer choice behavior using random utility discrete choice models, discrete choice through a sequential search process has not received enough attention due to analytical intractability issues. We build on the seminal Pandora's Problem introduced by Weitzman (1979) as a model of sequential search, and the Exponomial Choice model (Alptekinoglu and Semple, 2016; Daganzo, 1979), which specifies random utility shocks to follow a (negative) exponential distribution. We derive closed-form choice probabilities and develop all the analytical tools to optimize prices for a given assortment of products. We also show some desirable analytical properties of the log-likelihood function, and discuss how our model can be estimated from search path and final choice data. In the fourth Chapter, we generalize the model of discrete choice via sequential search to accommodate heterogeneous consumers. We develop the estimation procedure that can be used to estimate the parameters of the model from the search path and final choice data. We perform empirical analysis to estimate search costs from a real dataset of consumers' clicks and subsequent purchases. We demonstrate that the assumption that researcher places on the distribution of the unobserved utility components in the models where search considerations are present significantly influences the estimates of the search costs.
