I develop a two-country model to show that when the relative price of investment goods falls, production activities with a small elasticity of substitution between capital and labor tend to get offshored from high- to low-wage countries. The model provides an explanation as to why such relocation may drive the labor share down in both developed and developing economies, as well as globally.

Book excerpt: This paper investigates three hypotheses to account for the observed shifts in U.S. relative wages of less educated compared to more educated workers between 1967 and 1992: increased import competition, changes in the relative supplies of labor of different education levels and changes in technology. Our analysis relies on a basic relation of the standard general equilibrium trade model that relates changes in product prices to factor price changes and factor shares, and information about changes in the composition of output, trade, within-industry factor use and factor supplies. We conclude that the relative increase in the supply of well educated labor from 1967-1973 was the dominant force that narrowed the wage gap among workers of different education levels. The gap continued to narrow during the rest of the 1970s, but our results are not clear-cut enough to conclude that the continued increase in the rela- tive supply of more educated workers was the main factor shaping relative From 1980-1993, the wage gap between these workers widened sharply despite the continued relative increase in the supply of more educated workers. Increased import competition cannot account for the rise in wage inequality among these groups but it could have contributed to the decline in wages for the least educated. Instead, support is found for technical progress that is saving of less educated labor and more rapid in some manufacturing sectors using highly educated labor as the main force in widening the wage gaps these groups. Last, we use the Deardorff-Staiger model which allows changes in the factor content of trade to reveal the effects of trade on relative factor prices. Our tests show increased import competition from 1977 to 1987 was not the dominant force in widening the wage gap between more educated and less educated labor between those years.

Francesco Caselli develops methods to assess the efficiency with which productive inputs are used, and how these efficiencies vary across countries and over time. Caselli finds that richer countries use skilled workers relatively more efficiently than unskilled workers, and equipment and structures relatively more efficiently than natural resources. They also are relatively more efficient users of labor than of capital. Technological change tends to make countries particularly efficient at using skills and less efficient at using capital. Technical change also favors experienced workers. In order to interpret and understand these findings, Caselli presents a theory of technology choice. In this theory, firms pick technologies that make the most efficient use of the most abundant production factors when these factors are good substitutes for the less abundant factors. Firms pick technologies that make the most of less abundant factors when other suitable factors are not available for substitution. For example, rich countries, where skilled workers are abundant, use skilled workers efficiently, as these are good substitutes for unskilled workers. This flexible framework can be applied to other pairs of inputs, over time, and across countries. Technology Differences over Space and Time has significant implications not only for the theoretical understanding of development and technological innovation, but also for government formulation of industrial policy and multinationals making decisions about what to invest in and where to make those investments.

This paper investigates the role of capital accumulation and market power in explaining this decline. I first estimate the production function of 21 manufacturing sectors along time series and including time-varying markups. The elasticities of substitution for most sectors are estimated below one, implying that capital deepening cannot explain the labor share decline. I then track the long-run evolution of the labor share using the estimated production technology parameters. I decompose aggregate labor share changes into sector re-weights, capital-labor substitution, and market power effects. I find that the increase in market power, as reported in recent studies, can account for, at least, 76 percent of the labor share decline in manufacturing. Absent the rise in market power, the labor share would have remained constant in the second half of the 20th century.
