In this series of CFA Institute Research Foundation briefs, we have asked academics and practitioners to summarize the current state of knowledge about risk profiling in different key areas.

Book excerpt: We investigate how corporate stock returns respond to geopolitical risk in the case of South Korea, which has experienced large and unpredictable geopolitical swings that originate from North Korea. To do so, a monthly index of geopolitical risk from North Korea (the GPRNK index) is constructed using automated keyword searches in South Korean media. The GPRNK index, designed to capture both upside and downside risk, corroborates that geopolitical risk sharply increases with the occurrence of nuclear tests, missile launches, or military confrontations, and decreases significantly around the times of summit meetings or multilateral talks. Using firm-level data, we find that heightened geopolitical risk reduces stock returns, and that the reductions in stock returns are greater especially for large firms, firms with a higher share of domestic investors, and for firms with a higher ratio of fixed assets to total assets. These results suggest that international portfolio diversification and investment irreversibility are important channels through which geopolitical risk affects stock returns.

Book excerpt: Praise for RiskGrade Your Investments "In the same way that the introduction of RiskMetrics raised the level of the discussion (and sometimes debate) regarding market risk measurement and management at large financial institutions, the introduction of RiskGrades and this book represent a major step in the understanding and application of risk measurement and management techniques by individual investors." -Charles Smithson, Managing Partner, Rutter Associates, and author of Managing Financial Risk What Others Are Saying About RiskGrades.com Forbes' best of the web 2002: "Savvy analysis, all free." "A new and impressive Web-based service that promises to offer a clue to the question of how risky is your portfolio. RiskMetrics has been measuring portfolio risk for big financial institutions since 1994 and now sheds some light on investor risk. RiskGrades helps investors combine risk and return to make proper investment decisions." -BusinessWeek "Owning a high percentage of company stock in a retirement plan--any more than 20 percent--is one of the riskiest propositions in investing, and yet employees almost never measure this risk objectively or reduce their positions. . . . It is easy to approximate investment risk. A useful tool for measuring risk is available through RiskMetrics Group's www.riskgrades.com, a service that will measure the volatility and return of single securities or whole portfolios against all asset classes and international regions." -Financial Times "Without divining what exactly a fund owns, the system simply distills risk down to the likelihood of finding a severe change in its value on a given day. . . . Running a few notable funds through the rating bath can be a useful check on what an investor is putting on the line for a given dollar of investment gains." -Barron's "Mathematicians and economists use complex computer programs to examine the effects of different shocks on different portfolios. Such tests have been used for several years by professionals who manage multimillion-dollar investment funds. But RiskMetrics, a spinoff of J.P. Morgan Chase, is now providing similar tools for individual investors. RiskMetrics runs a Web site, www.riskgrades.com, which investors can use free of charge. The Web site allows investors to stress-test individual stocks and mutual funds as well as portfolios." -The Wall Street Journal

Available in PDF, EPUB and Kindle. Book excerpt: The dynamics of markets and financial management are crucial in determining the direction of the world economy. To accomplish organisational objectives, effective resource allocation, risk management, and decision-making are all part of financial management. In contrast, market dynamics include all of the factors that affect how markets behave, such as supply and demand, rivalry, laws, and new developments in technology. In order to successfully navigate the complicated world of contemporary finance, it is essential that people, corporations, investors, and politicians all understand these ideas. Effective financial management is essential for every flourishing business, whether it a tiny startup or a large global firm. It entails overseeing many financial functions, including capital structure, investment choices, budgeting, and financial reporting. Resource allocation that maximizes profitability and shareholder value while minimising risk is guaranteed by effective financial management. Making investment decisions is one of the main responsibilities of financial management. This entails discovering investment possibilities, assessing the risks and possible rewards, and allocating funds appropriately. Making wise investment choices is essential for long-term success, whether you're funding new initiatives, buying assets, or growing your business. Financial managers evaluate the feasibility of investment options and rank them according to how they could affect the bottom line of the company using metrics like net present value (NPV), internal rate of return (IRR), and risk analysis. Risk management is a critical section of financial management. There is a degree of risk associated with every choice, whether it be operational, regulatory, credit, or market risk. Financial managers use a range of tactics, including insurance, hedging, and diversification, to reduce these risks and safeguard the company's finances.

Book excerpt: There are many styles, models, and factors that go into the management of an equity portfolio. The traditional manager's focus on stock picking and the resulting ad hoc nature of portfolio construction can lead to poorly defined portfolios. Thus the options between active, passive and engineered management come into play, with the ultimate objective being to establish an investment structure that will provide a return over time that compensates for the risk incurred.
