This paper offers a political economy explanation for renegotiations that occur with no apparent holdup. We argue that they are used by political incumbents to anticipate infrastructure spending and thereby increase the probability of winning an upcoming election. Contract renegotiations allow administrations to replicate the effects of issuing debt. Yet debt issues are incorporated in the budget, must be approved by Congress and are therefore subject to the opposition's review. By contrast, under current accounting standards the obligations created by renegotiations circumvent the budgetary process in most countries. Hence, renegotiations allow incumbents to spend more without being subject to Congressional oversight.

Estache and Quesada analyze the possibility of tradeoffs between efficiency and equity as well as the possibility of distributional conflicts in the context of renegotiation of infrastructure contracts in developing countries. To do so, they present a model in which contracts are awarded by auctioning the right to operate an infrastructure service to a private monopoly, and consider the possibility of renegotiation. To identify the potential sources of tradeoffs, they track the possible outcomes of different renegotiation strategies for the monopoly running the concession and for the two groups of consumers - rich and poor - who alternate in power according to a majority voting rule. Among the model's most important policy implications is this: if having firm-driven renegotiations is a major concern, efficiency should not be the only consideration in selecting an operator. Indeed, consumers may want to award the concession to a less efficient firm if that would reduce the probability of renegotiation, since a lower probability of firm-driven renegotiations (due to demand shocks, for example) is associated with higher welfare for all service users. This paper - a product of the Governance, Regulation, and Finance Division, World Bank Institute - is part of a larger effort in the institute to increase understanding of infrastructure regulation.

After extending in reduced form a standard regulation model, in which renegotiation occurs due to the imperfect enforcement of concession contracts, we use a unique data set of 307 concessions awarded in Latin America from 1989 to 2000, covering the sectors of transport and water, to analyze the determinants of this high incidence of renegotiations of infrastructure contracts. We look in details at the impact, on the probability of renegotiation of a concession, of regulatory institutions, institutional features, economic shocks and of the characteristics of the concession contracts themselves. We then derive some policy implications of our work.

Book excerpt: High renegotiation rates have been observed in infrastructure concession agreements. Two recent studies found close to half of infrastructure concessions were renegotiated (Guasch and Straub 2006, Woodhouse 2006). While previous studies have offered different explanations for the occurrence of renegotiations, relatively few have written on the renegotiation process itself. Moreover, most infrastructure investment research has studied renegotiations from a rational "calculating" perspective, but has generally overlooked other non-strategic factors that may influence stakeholder decisions. This research addresses these two gaps in the literature by investigating the integrative and collective effects of three sets of variables--strategic factors, cultural dimensions, and institutional environment--on the renegotiation process. Specifically, the study investigates how these three sets of variables affect investors' renegotiation strategy, ranging from relational bargaining to legalistic arbitration or litigation, in responding to government-initiated renegotiations. Data assembled through archival research on project histories of 14 privatized transportation and power projects are analyzed using the Fuzzy-set Qualitative Comparative Analysis (fs-QCA) method and software. The fs-QCA analysis finds that combinations of strategic, cultural and institutional variables interact in three different ways that cause investors to adopt a relational renegotiation versus a legalistic response. Specifically, the three combinations that lead to a relational approach are (1) high future business and low rule of law; (2) high current investment and high assertiveness; (3) high current investment and high collectivism and high future orientation and high humane orientation. Furthermore, the net effect of any one variable can be offset by a combination of other factors that influence investors' renegotiation approach. For example, the effect of high rule of law, which promotes a legalistic approach, can be offset by favorable cultural dimensions and yield a relational approach when a high current investment level is also present. It is thus imperative to consider multiple causal factors and their interactive effects in the analysis of renegotiation strategy. This interdisciplinary research serves as a building block for other researchers to continue integrating engineering and social science to find effective measures to set up and manage Public-Private Partnership delivery of infrastructure projects.

Book excerpt: Governments have long recognized the vital role that modern infrastructure services play in economic growth and poverty alleviation. For much of the post-Second World War period, most governments entrusted delivery of these services to state-owned monopolies. But in many developing countries, the results were disappointing. Public sector monopolies were plagued by inefficiency. Many were strapped for resources because governments succumbed to populist pressures to hold prices below costs. Fiscal pressures, and the success of the pioneers of the privatization of infrastructure services, provided governments with a new paradigm. Many governments sought to involve the private sector in the provision and financing of infrastructure services. The shift to the private provision that occurred during the 1990s was much more rapid and widespread than had been anticipated at the start of the decade. By 2001, developing countries had seen over $755 billion of investment flows in nearly 2500 infrastructure projects. However, these flows peaked in 1997, and have fallen more or less steadily ever since. These declines have been accompanied by high profile cancellations or renegotiations of some projects, a reduction in investor appetite for these activities and, in some parts of the world, a shift in public opinion against the private provision of infrastructure services. The current sense of disillusionment stands in stark contrast to what should in retrospect be surprise at the spectacular growth of private infrastructure during the 1990s.
