Book excerpt: This report acknowledges that deciding the right time for fiscal consolidation requires making a fine judgement about the resilience of the recovery. It emphasises that a plan to restore the health of the public finances must deal with the structural deficit. While the Treasury aims to cut the deficit from 9% of GDP to 3.6% of GDP in four years, the expert witnesses who examined it all criticised the document for not providing enough information about how this will be achieved. Future Budgets and PBRs should attempt to quantify the downside risks around the structural deficit forecast. There will be uncertainty in these figures, but they are produced as part of the Spending Review process so there appears to be no argument against their publication. Similarly the Bank of England publishes forecasts showing the possible range of inflation rates and publishing information about debt interest on a similar basis would be useful. The recession appears to have had substantially less impact on the labour market than might have been feared, though concern remains about the level of youth unemployment. Repossessions have been far lower than expected however it is recommended that the Treasury proceeds cautiously over the timing of removal of Government support in this area. We do not want to see a return to the times of easy credit, but the Government needs to remain aware of the risk that lending will not support renewed private sector growth as the public sector retrenches. The purpose of the tax on bank bonuses is to change behaviour so that banks increase their capital, rather than providing large discretionary payments to employees. The next Parliament needs to examine the effectiveness of any regime introduced by the Financial Services Bill, in terms both of its success in altering bank behaviour, and of its effect on the competitiveness of the UK financial sector

Book excerpt: The October 2010 Spending Review has imposed tough settlements on both health and social care, and sets a highly challenging context for the delivery their services over the next four years. In both cases efficiency gains will need to be made on an unprecedented scale if care levels are to be maintained and the quality of services improved. The Committee does not agree with the Government's premise that the Spending Review settlement and the two year pay freeze will provide councils with the necessary resources to sustain current eligibility levels for social care. Councils will need to sustain further efficiency savings of up to 3.5% per annum to avoid reducing their levels of care. In this context, the Government is placing understandable emphasis on the 'extra' funding for social care, through the Personal Social Services grant and the £1bn through the NHS. However there is concern that the increases in the PSS grant will not be reflected in changes in actual spending on social care. It is also vital that the savings required by the health settlement are made by efficiency gains rather than making cuts, particularly considering the uncertain landscape of the NHS reorganisation following the White paper. Improving the interaction between health and social care will be critical if the necessary cost savings on both sides are to be realised. It is not enough for the government to exhort change in this area: there must be a formal policy infrastructure that recognises the importance of achieving a better overall interface between the two sectors

The report highlights the lack of bank lending as the single most critical problem for the economy in the near term. The overall effect of the fiscal stimulus remains uncertain, the cost of the reduction in VAT is considerable and, in the view of the majority of commentators, the Treasury's analysis of its impact is an optimistic one. The report notes that the risk of a self-reinforcing deflationary cycle exists in the UK economy at present and recommends that the Treasury prepare and publish the actions it may consider taking should a period of "quantitative easing" be needed. While the need for lower interest rates to maintain economic growth is crucial at the present time, the needs of savers must not be forgotten and the Treasury should consider measures that will also support savers at this difficult time. The report notes with concern that the Pre-Budget Report contains no policy measures which will significantly advance meeting the 2010 child poverty target.

The achievement of these objectives unfolds within a challenging context of revenue volatility, the need to diversify the economy, weak accountability mechanisms, and residual conflict. Reflecting these challenges, key socio-economic developmental indicators are stalled or even declining despite rapid growth in public spending. Indeed, the review shows that growth in spending has not been matched by absorptive capacity, let alone improved outcomes. The difficult task of constructing the fiscal institutions to embed the practices of good economic management remains a work-in-progress. The PER is one component of World Bank assistance to the government to improve public expenditure policy and management. The challenge for the Iraqi authorities in the years ahead will be to turn oil revenues into sustained welfare improvements. Macroeconomic stability alone is not enough to address social and economic development issues and to avoid a resource curse. Iraq’s oil wealth alone cannot generate sustainably high living standards for the majority of its population. Economic diversification is an imperative—both to create jobs and to promote income-generating opportunities for the Iraqi population. The key challenges for the authorities therefore are (i) to remove constraints to non-hydrocarbon economic activities; (ii) to ensure the efficient use of oil revenue; and (iii) to restrain the growth of current spending (in particular wage bill and subsidies) to free up resources for public investment, while maintaining essential safety nets and social support for the poor and disadvantaged. Public investment management is a crosscutting capability that is needed to meet Iraq’s development objectives. The government has the opportunity to take concrete steps now. The PER proposes approaches and actions to better use Iraq’s oil revenues by shifting to a save and invest via curbing inefficient spending and redirecting resources to public investment and basic services. As economic growth prospects are favorable in the medium-term, the Iraqi government has the opportunity to lay the foundations of a broadly diversified economy, with a reasonable footprint that provides decent public services and security while facilitating adequate economic freedom. Senior policy makers at the Ministry of Finance, Ministry of Planning and line ministries are the primary audience of this work.
