Book excerpt: Developing country governments and the development aid community are acutely aware of the need to find more effective ways to improve basic living conditions for the poor, as traditional approaches of delivering public support have not always led to the results intended. Results-based financing (RBF) instruments, which tie the disbursement of public funding to the achievement of pre-agreed results, are now recognized as one important piece of the aid delivery puzzle. The aim of these instruments is to enhance the effectiveness of public funding. 'Output-Based Aid: Lessons Learned and Best Practices' provides a practical understanding of the experience with output-based aid (OBA), a results-based instrument that is being used to deliver basic infrastructure and social services to the poor, including through public-private partnerships. OBA has been used in the World Bank Group since 2002, including more recently through the Global Partnership on Output-Based Aid, which has a mandate to design and test OBA approaches. The authors of this book analyze nearly 200 OBA projects in water and sanitation, energy, health, roads, telecommunications, and education. The piloting phase of OBA has in general been a success and OBA has demonstrated clear advantages over traditional approaches in terms of efficiently targeting subsidies and mobilizing the private sector to serve poor households that would otherwise go without an improved service. OBA has also demonstrated that monitoring for results is possible if appropriate systems are put in place. However, increasing access is a challenge because of the gap between what it costs to deliver a desired level of service, and what can be funded through user charges. Subsidies have often played a role in funding this gap, for a variety of socio-economic reasons. However, given the political commitment by a number of countries to increase aid flows, but at the same time the mounting concerns of aid effectiveness, it is critical that subsidies be linked to the actual delivery of services, or "outputs." One way to do this is through Output-Based aid (OBA), a strategy for using explicit performance-based subsidies to deliver basic services-such as water, sanitation, electricity, transport, telecommunications, education, and health care-where policy concerns would justify public funding to complement, or replace user fees. OBA can help improve aid effectiveness by: increasing accountability; improving transparency; increasing value for money; and, reducing economic distortions.

Book excerpt: Governments have long recognized the vital role that modern infrastructure services play in economic growth and poverty alleviation. For much of the post-Second World War period, most governments entrusted delivery of these services to state-owned monopolies. But in many developing countries, the results were disappointing. Public sector monopolies were plagued by inefficiency. Many were strapped for resources because governments succumbed to populist pressures to hold prices below costs. Fiscal pressures, and the success of the pioneers of the privatization of infrastructure services, provided governments with a new paradigm. Many governments sought to involve the private sector in the provision and financing of infrastructure services. The shift to the private provision that occurred during the 1990s was much more rapid and widespread than had been anticipated at the start of the decade. By 2001, developing countries had seen over $755 billion of investment flows in nearly 2500 infrastructure projects. However, these flows peaked in 1997, and have fallen more or less steadily ever since. These declines have been accompanied by high profile cancellations or renegotiations of some projects, a reduction in investor appetite for these activities and, in some parts of the world, a shift in public opinion against the private provision of infrastructure services. The current sense of disillusionment stands in stark contrast to what should in retrospect be surprise at the spectacular growth of private infrastructure during the 1990s.

Book excerpt: To obtain market financing for an infrastructure project, a private operator needs to be able to provide potential investors assurance that revenue flows to the project will be reliable. Where those revenue flows consist in part of government output-based aid (OBA) subsidy payments, providing that assurance can be problematic. Many governments are considered unreliable payers and therefore assigned a low credit rating by financial markets and investors. In these cases the credit quality of OBA payments needs to be enhanced if they are to help attract investment financing to the project. The World Bank offers guarantee instruments that can enhance the creditworthiness of such payments. There are two main options: partial risk guarantees to mitigate the risk of a government failing to make OBA payments for individual projects, and partial credit guarantees to help governments raise financing for a subsidy pool providing OBA payments to multiple project.

The main thesis is that economic benefits result from investments in infrastructure only to the extent that they generate a sustainable flow of services valued by consumers. Thus, an analysis of infrastructures' contributions to growth must look at the impacts of services as actually perceived, not at indirect indicators that measure only aggregate provision of infrastructure capital. The paper notes that macro and industry level research , although having its limitations, suggest a positive and statistically significant relationship between infrastructure and economic output. However the conclusions derived from this research (most of which derives from developed countries) provide little specific guidance for policy. To gain more practical insights about how infrastructure contributes to economic growth and to improved quality of life, and to understand the welfare costs of inadequate or unreliable infrastructure, it is necessary to look at microeconomic evidence. Particularly interesting illustrations of these relationships are to be found in developing countries where there is wide variance in the availability and quality of infrastructure.
