Correlations between the underlying Markov chain and the asset returns are also allowed, by imposing asset price jumps whenever a regime change takes place. Based on the characteristic function the conditional densities and vanilla option prices can be rapidly computed using FFT. It is shown that the regime switching model has the potential to capture a wide variety of implied volatility skews. The paper also discusses the pricing of exotic contracts, like barrier, Bermudan and American options, by implementation of a quadrature method. A detailed numerical experiment illustrates the application of the regime switching framework.

Book excerpt: Utilizing frame duality and a FFT-based implementation of density projection we develop a novel and efficient transform method to price Asian options for very general asset dynamics, including regime switching Levy processes and other jump diffusions as well as stochastic volatility models with jumps. The method combines Continuous-Time Markov Chain (CTMC) approximation, with Fourier pricing techniques. In particular, our method encompasses Heston, Hull-White, Stein-Stein, 3/2 model as well as recently proposed Jacobi, alpha-Hypergeometric, and 4/2 models, for virtually any type of jump amplitude distribution in the return process. This framework thus provides a unified approach to pricing Asian options in stochastic jump diffusion models and is readily extended to alternative exotic contracts. We also derive a characteristic function recursion by generalizing the Carverhill-Clewlow factorization which enables the application of transform methods in general. Numerical results are provided to illustrate the effectiveness of the method. Various extensions of this method have since been developed, including the pricing of barrier, American, and realized variance derivatives.

Book excerpt: Continuous time Markov Chain (CTMC) approximation techniques have received increasing attention in the option pricing literature, due to their ability to solve complex pricing problems, although existing approaches are mostly limited to one or two dimensions. This paper develops a general methodology for modeling and pricing financial derivatives which depend on systems of stochastic diffusion processes. This is accomplished with a general de-correlation procedure, which reduces the system of correlated diffusions to an uncorrelated system. This enables simple and efficient approximation of the driving processes by uni-variate CTMC approximations. Weak convergence of the approximation is demonstrated, with second order convergence in space. Numerical experiments demonstrate the accuracy and efficiency of the method for various European and early-exercise options in two and three dimensions.

Book excerpt: We find the variance-optimal equivalent martingale measure when multivariate assets are modeled by a regime-switching geometric Brownian motion, and the regimes are represented by a homogeneous continuous time Markov chain. Under this new measure, the Markov chain driving the regimes is no longer homogeneous, which differs from the equivalent martingale measures usually proposed in the literature. We show the solution minimizes the mean-variance hedging error under the objective measure. As argued by Schweizer (1996), the variance-optimal equivalent measure naturally extends canonical option pricing results to the case of an incomplete market and the expectation under the proposed measure may be interpreted as an option price. Solutions for the option value and the optimal hedging strategy are easily obtained from Monte Carlo simulations. Two applications are considered.
