We assume that volatility is stochastic and trading at the standard exchange causes a price impact. Orders sent to the dark pool do not generate price impact. But they are not always filled and are exposed to adverse selection risk. Therefore, an optimal strategy has to find the right balance between favorable transaction prices and guaranteed execution. We consider two different optimality criteria: the expected implementation cost and an expected exponential of the implementation cost. In the first case, the optimal strategy can be given in closed form by a forward-backward system of stochastic equations. In the expected exponential case we characterize the optimal strategy by a Bellman equation that can be solved numerically.Our simulation experiments show that the presence of a dark pool lowers the average implementation cost and that the performance is improving if crossing probabilities in the dark pool increase.

Therefore this paper explains in detail the functionality of dark pools and other current trading strategies. All important factors like different market structures, market liquidity aspects, as well as regulatory framework and technology facets will be reviewed. Further an outlook should be given to the reader on how the evolution of dark pools & co. might continue in the coming years. With dark pools and flash trading, trading is now dominated by rapid-fire computer systems that might create a more technically driven market, rather than one based on fundamental forces. Dark pool price improvement predicts the order in the hierarchy: a price improvement closer to (farther from) the mid-quote positions dark orders below (above) limit orders, which improves (worsens) market quality and welfare. A dark pool operated by the limit order book is welfare-improving, while welfare reduces with an independently-operated pool. Because active and passive order flow migrates to the dark pool where price impact occurs only post-trade, price efficiency worsens with any positive level of dark trading.

It is estimated that the trading volume of dark pool markets was 9% to 12% of the total U.S. equity market share volume in 2010. This phenomenon raises questions regarding the fundamental value of securities traded through dark pool markets and their impact on the price discovery process in traditional “visible” markets. In this paper, we establish a modeling framework for dark pool markets through agent-based modeling. It presents and validates the costs and benefits of trading small orders in dark pool markets. Simulated trading of 78 selected stocks demonstrates that dark pool market traders can obtain better execution rate when the dark pool market has more uninformed traders relative to informed traders. In addition, trading stocks with larger market capitalization yields better price improvement in dark pool markets.

As a proxy for informed traders, we use dual traders--i.e., futures floor traders who execute trades both for their own and customer accounts on the same day. Our theoretical model shows that dual traders optimally mimic the size and direction of their informed customers' trades. Further, the adverse selection (fixed) costs of trading: (1) decrease (increase) with the number of dual traders m, if dual traders are risk neutral; and (2) are a single-peaked (U-shaped) function of m, if dual traders are risk averse.Using data from four futures contracts, we find that the number of dual traders are a significant determinant of both the adverse selection and fixed costs of trading, after controlling for the effects of other determinants of market liquidity. In addition, for three of the four contracts, the estimated adverse selection (fixed) costs of trading are a single-peaked (U-shaped) function of m.
