The contributors to this volume explore the alternative development paradigm that has been gaining credence since the Asian crisis, known as new developmentalism. New developmentalism is embodied in the following principles: exchange rate responsibility or growth with domestic savings, fiscal responsibility, and the assignment of a strategic role for the state. New developmentalism is a set of values, ideas, institutions and economic policies through which, in the early 21st century, developing countries have sought to catch up with developed countries. The City of London’s global interconnectedness as well as the long-established culture of regulatory self-independence triggered a near meltdown in the British banking system. Next to the immediate consequences for the British economy as a whole, the financial crisis led to a fundamental change of direction in national economic policies and destabilized a system of politics that had governed financial regulation in the UK for over two decades. The Thatcher administration had replaced the decaying manufacturing industry with a finance-led service sector and hence made the City of London the centrepiece of a self-ruling world based on the principles of privatisation and deregulation. The banking crash in September 2007, however, destroyed the illusion that an economic system which relied on light-touch financial regulation to promote the international competitiveness of the City was competent at the job of securing financial stability. The scale and prolonged effects of the financial crisis provided the central backdrop to the general election in May 2010. The financial crisis spurred ad-hoc policy responses around the globe and energized efforts to strengthen financial regulation. Instead of focusing solely on the change of policy in financial supervision, the thesis analyses the developments in the public debate on post-crisis banking regulation that has accompanied the general election in 2010.The public opinion is the determinant factor for the ability to win elections – hence politicians must be concerned with the mobilisation of support support for their respective electoral programs. The near collapse of the global banking system destroyed the public confidence in governmental capacities to cope with the effects of the financial crisis. The challenge governments are facing today is not only to find more effective economic policies but to articulate moral visions capable of restoring their legitimacy in difficult times. In the UK, the search for a new legitimizing narrative to restore public confidence in the state as well as market power characterised the electoral campaign of all three major parties. The thesis investigates how the change of government in May 2010 has been perceived by the public and whether a potential replacement of the pre-crisis economic paradigm in favour of a new leitmotif in banking regulation has been the subject of public debate.

Our major themes are that (1) on theoretical grounds, BCA should be easier for financial regulation than for other areas of regulation where it is already used, such as health and safety regulation; (2) while many needed valuations for BCA of financial regulation do not yet exist, those valuations are theoretically measurable; (3) once regulators commit to using BCA, economists will have incentives to work on supplying those valuations; (4) BCA will improve financial regulation and make it less vulnerable to judicial challenge; (5) the specific protocols or paradigms of BCA will differ across different areas of financial regulation; and (6) in the regulation of systemically important financial systems the primary trade-off is between risk that increases the probability of a crisis or leaves debts to the taxpayer against the profits generated by firms.

Book excerpt: The turmoil in financial markets that resulted from the 2007 subprime mortgage crisis in the United States indicates the need to dramatically transform regulation and supervision of financial institutions. Would these institutions have been sounder if the 2004 Revised Framework on International Convergence of Capital Measurement and Capital Standards (Basel II accord)—negotiated between 1999 and 2004—had already been fully implemented? Basel II represents a dramatic change in capital regulation of large banks in the countries represented on the Basel Committee on Banking Supervision: Its internal ratings–based approaches to capital regulation will allow large banks to use their own credit risk models to set minimum capital requirements. The Basel Committee itself implicitly acknowledged in spring 2008 that the revised framework would not have been adequate to contain the risks exposed by the subprime crisis and needed strengthening. This crisis has highlighted two more basic questions about Basel II: One, is the method of capital regulation incorporated in the revised framework fundamentally misguided? Two, even if the basic Basel II approach has promise as a paradigm for domestic regulation, is the effort at extensive international harmonization of capital rules and supervisory practice useful and appropriate? This book provides the answers. It evaluates Basel II as a bank regulatory paradigm and as an international arrangement, considers some possible alternatives, and recommends significant changes in the arrangement.

A new paradigm of the business cycle needs to account for shifts in trend output and the puzzling inconsistency of output dynamics with other cyclical components of production. The ‘output gap’ can be ill-conceived, poorly measured, and inconsistent over time. Persistent losses require more buffers and crisis-avoidance policies, affecting tradeoffs in prudential, macroeconomic, and reserve management policies. The frequency and depth of crises are key determinants of long-term growth and drive a new stylized model of economic development.
