Using a Factor-Augmented Vector Autoregression model on an expanded data set, including sectoral balance sheet variables, we show that the balance sheets of various economic agents act as important links in the monetary policy transmission mechanism. Balance sheets of financial intermediaries, such as commercial banks, asset-backed-security issuers and, to a lesser extent, security brokers and dealers, shrink in response to monetary tightening, while money market fund assets grow. The balance sheet effects are comparable in magnitude to the traditional interest rate channel. However, their economic significance in the run-up to the recent financial crisis was small. Large increases in interest rates would have been needed to avert a rapid rise of house prices and an unsustainable expansion of mortgage credit, suggesting an important role for macroprudential policies.

The dominate theme of this book is that any system of exchange rates carries with it assumptions about the way it works and how effective the automatic and policy-motivated forces operate to bring about equilibrium in a country's balance of payments. By analyzing balance-of-payments adjustment and policies under alternative exchange-rate systems, and with different assumptions concerning the level of employment and prices, it is possible to embrace a wide variety of contemporary and historical circumstances experienced by individual countries and the world as a whole. In this way the author assesses the economic consequences of the different exchange-rate systems and of the policies that countries may follow to attain their national objectives. In particular it appears to Professor Stern that the international monetary turmoil of the past ten years can be traced to the exchange-rate inflexibilities of the adjustable-peg system and to the creation of excessive reserves under the dollar standard. He demonstrates that the international monetary system must be redesigned to permit greater exchange-rate inflexibility and control over the creation of new international reserve assets.

Book excerpt: The Colloquium at Wiesbaden was the seventh in a series organized by the Societe Universitaire Europeenne de Recherches Financieres (SUERF) at intervals since 1969. The titles, places and dates of previous Colloquia are noted on page ii, with brief particulars of the ensuing publications. From the beginning, the emphasis has been on money and finance in a European setting, and the most recent Colloquium, held in Wiesbaden for the three days beginning on September 29, 1977, followed this well-established pattern. The subject, "New Approaches in Monetary Policy", was divided into four aspects, each discussed in separate commissions, as described in the General Report (since the languages used by SUERF are English and French, it appears in the original French on page 327, and in an English translation, on page 355. Three other chapters and the Preface are in French. ) The separate commissions, each with its own chairman and rapporteur, were addressed by the authors of the specially written papers, all experts, active in their fields, and they also led the discussions. M. Raymond Bertrand, the President ofSUERF, was Chairman for the Colloquium as a whole, which was in plenary session for the opening and closing meetings. The Rapporteur General was Professor Paul Coulbois, whose report is mentioned above. Attendance at the Colloquium has risen over the years, and so has the number of papers presented.
